Best Cash-Out Refinance Program to Pay Off Payday Loans

Best Cash-Out Refinance Program to Pay Off Payday Loans

The Quick Read: The best program is the one that lets you spend the proceeds on any purpose and that your household actually qualifies for, so it depends on the loan you hold now, the equity you have left, and whether you are VA-eligible. A full cash-out refinance can retire payday debt. Rate-and-term refinances, the FHA Streamline and the VA streamline refinance cannot. The tradeoff is real: a short-term, usually unsecured debt becomes a long-term debt secured by your home.

What Does “Best Program” Mean for Payday Debt?

“Best” here is not a ranking of companies. It is a fit test. Across the wholesale programs we place files with, four questions decide which cash-out structure works:

  • Is the money allowed to go toward non-mortgage debt?
  • How much equity remains after the new loan?
  • What kind of loan do you hold today: conventional, FHA or VA?
  • Does your credit and income profile fit the program?

Illustrative estimate only — not a Loan Estimate, approval, quote, or commitment to lend. The rate field carries the weekly Freddie Mac thirty-year conventional benchmark, a market reference and not a cash-out refinance quote; a cash-out loan is priced by the lender at lock. The cash available is the loan the program cap allows less the balances paid off, before closing costs, which are not included. The HELOC line is the program’s combined loan-to-value ceiling applied to the same value and balance. Taxes and insurance are editable estimates. Licensed in sixteen states for consumer mortgages.

Freddie Mac defines a cash-out refinance as a mortgage with no specific restrictions on the use of proceeds. That definition is what matters for a payday loan, which is not a mortgage debt. The best program for your situation will be a full cash-out refinance on whichever platform you fit: conventional, VA or FHA.

Lendmire is a mortgage broker, not a lender. It arranges these loans through wholesale lenders and matches the file to the program. Lendmire’s cash-out refinance programs page covers the structures in more detail.

Key Terms Defined

  • Cash-out refinance: A new first mortgage that pays off the old one and gives you the leftover equity as cash.
  • Loan-to-value (LTV): The new loan balance divided by the home’s appraised value.
  • Seasoning: How long you have held the existing loan or the title before you can refinance.
  • Limited cash-out (rate-and-term) refinance: A refinance that pays off the old loan and closing costs with only incidental cash back.
  • Net tangible benefit: A test, used on government streamlines and VA loans, showing the refinance leaves the borrower better off.
  • Payoff letter: A statement from a creditor showing exactly what it takes to clear a debt.

Why Payday Loans Are a Special Case

The federal consumer-finance regulator describes payday loans as short-term, high-cost loans, generally $500 or less, due on your next payday. A typical two-week loan with a $15 per $100 fee works out to an APR of almost 400 percent. Credit cards run roughly 12 to 30 percent by comparison. The federal consumer-finance regulator’s payday fact sheet puts storefront fees at $10 to $20 per $100 borrowed.

The bigger problem is the cycle. The federal consumer-finance regulator found that four out of five payday loans are rolled over or renewed, and many borrowers end up paying fees at or above the amount borrowed. If you hold several of these at once, one monthly mortgage payment can relieve a squeezed budget.

Here is the catch. Payday loans are typically not secured by your home. A cash-out refinance puts the home behind them. Skip that fact and you have missed the central risk.

Which Programs Can Actually Pay Off Payday Loans?

Only full cash-out refinances can. This table shows where each common option lands.

Program Cash out for payday debt? Who it fits
Conventional cash-out Yes Primary-residence owners with enough equity
VA cash-out Yes Eligible veterans and service members
FHA cash-out Yes, tighter rules Owner-occupants, often with FHA loans
Conventional rate-and-term No (incidental cash only) Lowering the rate or changing the term
FHA Streamline No cash out Existing FHA loans only
VA streamline refinance No cash out Existing VA loans only

Two details trip people up. The FHA Streamline allows no cash out and applies only to existing FHA loans. The VA streamline refinance is framed around lowering the rate on an existing VA loan. Neither is a vehicle for clearing payday debt.

Conventional Cash-Out

On a one-unit principal residence, conventional cash-out tops out at 80% LTV. Two- to four-unit principal residences, second homes and investment property are capped at 75%. Your occupancy decides the leverage, and this article stays with the home you live in. Leverage, reserves, and pricing vary by lender and program; the final terms follow the full file review.

Seasoning rules apply. The first mortgage being paid off must be at least 12 months old, measured note date to note date, per Freddie Mac’s cash-out product page. The borrower must also have been on title for 6 months, with exceptions for delayed financing, inheritance and legal awards.

One wholesale lane reaches 89.99% LTV with no mortgage insurance. It requires a 680 score, a 50% ratio, a thirty-year fixed rate, a primary residence and a conforming balance, plus its own six months of seasoning. Not every borrower fits it. In Texas, a cash-out on the homestead is capped by the state constitution at the agency figure, and that wholesale lane is not written there. All of these terms are subject to lender guidelines and full file review.

VA Cash-Out

VA says a cash-out refinance can take equity out to pay off debt, or move a non-VA loan into a VA-backed one. You still have to meet VA and lender standards for credit and income. VA loans come through private lenders, and a funding fee may apply at closing. A veteran with a conventional or FHA loan can use this route to switch into a VA-backed loan while pulling cash.

VA’s lender quick reference describes Type 1 and Type 2 cash-out loans. Every cash-out must show a net tangible benefit, and a VA-to-VA refinance needs a seasoning certification. Eligibility is not automatic for veterans.

FHA Cash-Out

FHA cash-out is for owner-occupied principal residences, with tighter rules than a purchase. The governing guidelines are set at the federal level and implemented by individual lenders. Leverage and credit floors change, so a broker confirms current terms against the lenders’ guidelines rather than quoting a number from memory.

How the Process Works, Step by Step

1. Inventory the payday debts. Collect payoff letters or statements for every loan. Include any in collections or default, because that changes sequencing.

2. Check the existing mortgage and the title clock. Confirm the 12-month first-mortgage seasoning and the 6-month title requirement.

3. Apply and get underwritten. Underwriters review income, credit and debt-to-income. For most conventional files the automated finding governs, with a total ratio ceiling of 50%. Manually underwritten loans run at 36% or 45%, depending on the reserve and score factors.

4. Appraisal. The appraised value sets your maximum loan, so the appraisal decides how much cash is possible. VA requires its own appraisal on cash-out.

5. Disclosures. You receive a Loan Estimate and, before closing, a Closing Disclosure.

6. Closing and payoff. Payoffs are commonly paid directly from closing proceeds, so the old creditors are paid at the title table. Keep the payoff confirmations.

Underwriting is where the payday history surfaces. Paying the loans off at closing removes those payments from the new debt-to-income calculation, but an underwriter still sees the loan history and any overdrafts. How much that matters varies by lender.

What Do Wholesale Lenders Look For?

Conventional programs start at a 620 decision score (640 on an adjustable rate under manual underwriting). Jumbo lanes begin at 660, with leverage to 90% and loans to $5,000,000. Credit events carry agency waiting periods: four years from a chapter 7 discharge, seven from a foreclosure, and four from a short sale or deed-in-lieu. These can be shorter with documented extenuating circumstances.

The practical checklist before you apply:

  • Payoff letters for each payday loan
  • Recent pay stubs and tax documents
  • Your current mortgage statement
  • A list of any collections or lawsuits tied to the payday debt
  • A realistic read of your equity after a new loan at 80% of value or less

A payday borrower often has a thin credit profile. That does not rule out a refinance, but it narrows the lenders that fit. A broker that shops several wholesale lenders can match the file to the program. A single bank cannot do that.

Where the Rules Break: Edge Cases

  • Free-and-clear homes. Freddie Mac treats a new mortgage on a home previously owned free and clear as cash-out.
  • Seasoning exceptions. Freddie Mac waives the 12-month seasoning for special-purpose cash-out such as a co-owner buyout, construction-to-permanent and renovation loans, and manufactured-home conversion to real property.
  • Non-occupant co-borrowers. On a conventional primary-residence cash-out, every borrower must occupy the home. FHA also limits using a non-occupant co-borrower’s income on cash-out.
  • Misclassified refinances. Taking more than the small allowed cash back turns a limited cash-out into a full cash-out refinance with different pricing and leverage.
  • Pricing adjustments. Fannie Mae applies loan-level price adjustments to certain cash-out transactions based on LTV and credit score. Cash-out costs more than a plain refinance.
  • Low existing mortgage. If your current loan carries a low rate, replacing it just to clear a small payday balance may cost more than the payday debt itself. This is the situation where the answer flips.

Is It Worth Risking Your Home for a Small Debt?

This is the question most pages skip. A genuine toss-up for many households.

Consider a homeowner with roughly 30% equity and a few payday loans rolled over for months. The cash-out can end the cycle, merge the debts into one payment, and clear the fees. That is a strong case when the cycle is the real problem.

Now consider a homeowner with one small payday loan and a low-cost existing mortgage. The refinance brings an appraisal, closing costs and pricing adjustments, and it stretches a short debt across a long term. A payment plan, a credit union small-dollar loan or credit counseling may be the better call.

The CFPB’s home-equity guide is blunt on the tradeoffs. Using equity creates a loan you must repay, and missing payments risks foreclosure. Cash-out refinances can also extend the time it takes to pay off the loan.

A decision table:

Your situation Cash-out refinance tends to fit when… Look elsewhere when…
Equity You keep a healthy cushion after the new loan The loan would use nearly all your equity
Debt size Several loans or a large combined balance One small balance you can clear soon
Pattern You keep rolling loans over A one-time shortfall
Existing mortgage Terms are similar to new ones You hold a notably low-cost loan
Budget Your income can cover the new payment, subject to lender guidelines Income is unstable

If you do proceed, extra principal payments can offset the long-term interest trap.

How Do You Stay Out of Payday Loans Afterward?

Clearing the debt without fixing the cause sends many borrowers back. Build a small emergency buffer first. Cut off access to the lender where you can, and review the budget gap that led to the first loan. Equity spent on consolidation also leaves less for later needs, so treat this as a reset, not a free pass.

Frequently Asked Questions

Can I use a cash-out refinance to pay off payday loans?

Yes, if the loan is a full cash-out refinance. Cash-out proceeds can be used for any purpose, and the old creditors can be paid at closing. A rate-and-term refinance, FHA Streamline or VA IRRRL cannot do this. Eligibility depends on lender guidelines and your full file.

Will payday loans hurt my chances of qualifying?

They can, though it varies by lender. Underwriters review credit, income and debt-to-income, and they see payday history and overdrafts. Paying the loans off at closing removes their payments from the new debt-to-income calculation. Loans in collections or default may change how the file is sequenced.

How much equity do I need?

It depends on the program. A one-unit primary residence on conventional cash-out tops out at 80% LTV, so you need to keep at least 20% equity after the new loan. VA and FHA have their own limits. The appraisal determines how much cash is possible. Terms vary by lender guidelines, property type, leverage, credit profile, and full file review.

Can I do this right after buying my home?

Usually not. Conventional cash-out requires the first mortgage being paid off to be at least 12 months old and a borrower on title for 6 months. Exceptions exist for delayed financing, inheritance and legal awards.

Do the payday lenders get paid directly?

Commonly, yes. Payoffs are often paid from closing proceeds so the creditors are cleared at the title table. Treat that as common practice, not a rule, and keep written confirmation of each payoff.
