How a VA Cash-Out Reads a Higher Payment Over an FHA Loan

How a VA Cash-Out Reads a Higher Payment Over an FHA Loan

The Quick Read: A higher payment does not sink a VA cash-out file. VA judges the loan on a documented net tangible benefit, then tests the new payment against debt-to-income and residual income. A payment that rises because of cash taken out, a larger balance, or a different term can still clear when the household shows enough income left over each month.

Most homeowners expect leaving FHA for VA to shrink the payment. Often it does, because VA has no monthly mortgage insurance. But the payment can also go up, and borrowers worry that a higher number means a decline. It doesn’t. It means the file has to show something else is working in the borrower’s favor.

An illustration, not a Loan Estimate, an approval, a quote, or a commitment to lend. The rate shown is the weekly Freddie Mac thirty-year conventional benchmark, used as a market reference; an FHA cash-out is priced by the lender at lock, and this is not an FHA cash-out refinance quote. HUD’s cap limits the base loan; the upfront premium is financed on top of the capped base loan; the monthly premium for the first year follows the snapshot’s schedule. Cash available means the base loan the cap permits less the balances retired, before closing costs, which this calculator leaves out. The line figure applies the line program’s combined loan-to-value ceiling to the same value and balance. Taxes and insurance are estimates you can edit. What Is a VA Cash-Out Doing to an FHA Loan?

A VA cash-out refinance can pay off a non-VA loan, including an FHA loan, and put a VA-backed loan in its place. VA says the borrower needs a Certificate of Eligibility and must live in the home. The loan comes from a private bank, mortgage company or credit union, not from VA.

No streamline crosses programs. An FHA Streamline only replaces one FHA loan with another FHA loan. A VA interest rate reduction loan only works when the existing loan is already VA-guaranteed. So the way out of FHA and into VA runs through the cash-out product, even when the borrower takes no cash.

For context, FHA’s own cash-out sits at 80% loan-to-value on a home owned and occupied for 12 months before the case number, across the wholesale programs Lendmire places files with. VA can guarantee up to full appraised value, though many lenders set a lower cap. Some borrowers look at VA because it reaches more equity. Others look because the monthly insurance goes away.

Key Terms Defined

  • Net tangible benefit: A documented reason the refinance is in the veteran’s financial interest, such as moving from an adjustable rate to a fixed rate.
  • Debt-to-income ratio (DTI): Total monthly debts, including the housing payment, divided by gross monthly income.
  • Residual income: Cash left each month after the housing payment, debts, taxes and an upkeep allowance, measured against a table by region and household size.
  • Funding fee: A one-time VA fee that varies by prior use and exemption status, and can be financed.
  • Seasoning: The age of the loan being refinanced.
  • Type 1 and Type 2: VA’s labels for a cash-out where the new loan stays at or under the payoff (Type 1) or goes above it (Type 2).

Why the VA Quote Can Read Higher

Five things push a VA payment up against the FHA payment it replaces, and one pulls the other way:

1. A bigger balance. Cash taken out adds principal. The funding fee, if financed, adds more.

2. A longer or reset term. Starting a new thirty-year clock on a loan that was partway paid down lowers the monthly amount in some cases and raises it in others, depending on the structure.

3. A different interest cost. The new loan is priced on its own, so the payment moves with it. This article doesn’t quote pricing.

4. Escrow changes. Taxes and insurance feed both payments. A new escrow analysis can shift the total.

5. Loan type shift. An FHA loan carries an upfront premium of 1.75% of the base loan, plus an annual premium between 0.15% and 0.75% of the balance depending on term, amount and LTV. VA has no monthly mortgage insurance, which pulls the other way.

So the comparison has to be fair. Same cash out, same term, same escrow assumptions. A quote that adds $0 in cash on one side and a large payout on the other is not a comparison.

Picture a homeowner with an FHA loan on a home worth a lot more than the balance. She takes a modest amount of cash for a roof and finances the funding fee. The new balance is higher than the FHA payoff, which makes it a Type 2 loan. Her monthly insurance disappears, but the larger balance and, depending on the structure, a longer term can offset it, and the payment rises. The question is no longer whether it dropped. It is whether the file supports it.

How the File Is Underwritten, Step by Step

Run the sequence as a processor would:

1. Certificate of Eligibility. VA says you can get it through a lender, VA.gov or the mail.

2. Identify the loan being paid off. If it’s FHA, VA’s seasoning rule doesn’t apply. VA Circular 26-19-22 defines seasoning as the age of the loan being refinanced, and its first-payment and consecutive-payment tests apply to a VA loan being paid off. An FHA payoff doesn’t trigger them.

3. Cash-out disclosures. Applications on or after Feb. 15, 2019 need an initial and a final cash-out compliance disclosure.

4. Net tangible benefit. The lender documents at least one benefit. VA’s Federal Register rule lists eight criteria, and meeting at least one helps show the loan serves the borrower.

5. Full credit underwriting. A cash-out is not a streamline. Income, debts and credit are reviewed in full.

6. Appraisal and Notice of Value. The appraiser’s reasonable value caps the loan, and the financed funding fee counts inside that cap.

7. Closing. A three-business-day right of rescission applies to a refinance of a primary home.

Where the Higher Payment Gets Tested

The payment feeds two VA tests. Here’s the catch: neither one is a pass/fail on the payment alone.

DTI. VA’s credit underwriting chapter defines DTI as total monthly debt payments, including housing, to gross monthly income. A ratio above 41% draws close scrutiny unless residual income exceeds the guideline by at least 20%. That makes 41% a point of review, not a hard cap.

Residual income. This is the test FHA doesn’t have in the same form. The table varies by region and household size, and a family with more people needs more left over. A household with thin margins feels a higher payment fast. A household with strong residual income can carry it.

The same chapter lists compensating factors for marginal files: minimal consumer debt, military benefits, high residual income and a low debt-to-income ratio. Underwriters read them together. Tax-free income is a named exception when DTI runs above 41% only because of it.

Compare that with FHA. On the FHA side, the base ratio pair is 31/43 with no compensating factors, and documented factors reach 40/50 at the top tier. The tests differ in design. FHA leans on ratios. VA adds the cash-flow check.

Net Tangible Benefit Is Not a Lower-Payment Test

A VA refinance does not have to lower the payment. That’s the misconception that causes the most worry. The Federal Register rule treats the benefit test as a menu of documented criteria. VA says moving from an adjustable rate to a fixed rate is a financial benefit because it stabilizes the rate, even when the fixed rate is higher than the introductory adjustable rate.

Fee recoupment is narrower. A 36-month recoupment test applies to Type 1 only. Type 1 is the limited cash-out where the new loan doesn’t exceed the payoff. For an FHA payoff, the split depends on how much is financed above it. At or under the FHA payoff is Type 1. Anything above is Type 2. Both types must meet net tangible benefit.

Run it through a typical case. A borrower leaves FHA, takes no cash, and the funding fee is financed. The new loan runs slightly above the payoff. That’s Type 2, so the 36-month recoupment test is not the gate, but the benefit test still is. An FHA loan has mortgage insurance that VA drops, and that is the kind of change a lender documents.

FHA Cash-Out Versus VA Cash-Out

Factor FHA cash-out VA cash-out
Occupancy Principal residence only Must live in the home
Leverage 80% LTV Up to appraised value; lenders often cap lower
Monthly insurance Annual premium applies None
Upfront cost 1.75% premium, financed Funding fee, can be financed
Seasoning 12 months owned and occupied Tests a VA loan only
Extra test Ratios DTI plus residual income

HUD’s handbook transmittal lowered the FHA cash-out cap to 80%, so an older 85% figure is out of date. The seasoning rule on the FHA side is a requirement to confirm against HUD Handbook 4000.1.

Where the Rule Breaks

  • Rental conversion. If the home is no longer the borrower’s residence, VA cash-out occupancy fails, and FHA cash-out is also limited to principal residences. Occupancy decides the leverage.
  • Active duty. VA allows occupancy by a spouse or dependent for active-duty service members.
  • Lender overlays. VA sets no minimum credit score. VA says borrowers must meet VA and lender requirements for credit, income and occupancy, and lenders can be stricter.
  • Exempt borrowers. Service-connected disability compensation can exempt a borrower from the funding fee, which changes the balance and the comparison.
  • Thin-margin households. A higher payment is a real risk when residual income is tight, even if DTI looks fine.

Experience Notes From the Desk

Across the wholesale programs Lendmire places files with in 16 states, the cleaner files arrive with the COE in hand and the cash-out purpose written plainly. The second common snag is comparing quotes with different cash-out amounts. Compare like for like or the quote tells you nothing.

Keep FHA or Switch?

Consider keeping FHA when the household has thin residual income, when the balance would climb far above the payoff, or when the extra cash isn’t needed. Consider VA when monthly insurance is a large part of the payment, when more equity is needed than FHA’s 80% reaches, or when the funding fee is exempt.

Tax treatment can depend on your situation; borrowers should speak with a qualified tax professional before relying on any deduction or credit.

Quote checklist before deciding:

  • Same cash-out amount on both quotes.
  • Same term.
  • Funding fee financed or paid, and whether an exemption applies.
  • Escrow for taxes and insurance on both.
  • The residual income result, not just the DTI.

Frequently Asked Questions

Will a higher payment cause a VA cash-out to be turned down?

Not by itself. The payment feeds DTI and residual income. A ratio above 41% draws closer review, and strong residual income can offset it. Approval remains subject to lender guidelines and full file review.

Does the 210-day seasoning rule apply to my FHA loan?

No. That rule tests the age of a VA loan being refinanced. It doesn’t test an FHA payoff. The net tangible benefit test still applies.

Can I leave FHA for VA without taking cash?

Yes, through the VA cash-out product. A streamline can’t switch programs, so a VA interest rate reduction loan isn’t available for an FHA payoff.

Does the VA funding fee replace FHA mortgage insurance?

They work differently. VA charges a one-time fee that varies by prior use and exemption status and can be financed. FHA charges an upfront premium plus an annual premium. Financing the VA fee raises the balance, which can raise the payment.

How much equity can each program reach?

FHA cash-out reaches 80% LTV. The appraisal and the lender’s own overlays decide the actual number. Final terms depend on lender guidelines, property type, leverage, and the borrower’s complete credit picture.
