How Lenders Underwrite a VA Cash-Out Refinance to Tap Equity Using VA Benefits

How Lenders Underwrite a VA Cash-Out Refinance to Tap Equity Using VA Benefits

The Quick Read: A VA cash-out refinance is underwritten as a full loan, not a streamline. The lender checks your certificate of eligibility, credit, income, and residual income. A VA appraisal sets the value that caps the new loan at 100%, and the new loan must pass a net tangible benefit test. Everything is subject to lender guidelines and full file review.

What a VA Cash-Out Refinance Actually Is

You replace your current mortgage with a new VA-guaranteed loan. If the new balance is larger than the payoff, the difference comes to you as cash. VA describes it as a way to take cash from equity or to refinance a non-VA loan into a VA-backed one.

Illustrative estimate only — not a Loan Estimate, approval, quote, or commitment to lend. The rate field carries the weekly Freddie Mac thirty-year conventional benchmark, a market reference and not a VA cash-out refinance quote; a VA loan is priced by the lender at lock. The total loan, funding fee included, is capped at the program leverage on the reasonable value; the fee follows the tier chosen. The cash available is what the cap allows less the balances paid off and the fee, before closing costs, which are not included. The HELOC line is the line program’s combined loan-to-value ceiling applied to the same value and balance. Taxes and insurance are editable estimates. The debt-to-income figure is a guideline; residual income decides a VA file. Licensed in sixteen states for consumer mortgages.

VA doesn’t lend the money. A private lender originates the loan and VA guarantees part of it. A mortgage broker like Lendmire shops that loan across wholesale lenders instead of originating it. Lendmire’s VA cash-out refinance program page covers the program basics for borrowers in the 16 states where it handles consumer lending.

Two common uses shape the file:

Factor Moving a non-VA loan into VA Tapping equity
New loan vs. payoff May be set near the payoff Exceeds payoff
Cash to borrower Not required Yes
Typical use Convert a non-VA loan Take cash from equity

Either way, the loan must show a net tangible benefit. That’s the part many borrowers don’t expect.

The Underwriting Sequence, Step by Step

Across the wholesale programs Lendmire places VA files with, the order is consistent. Each stage has to clear before the next one matters.

1. Eligibility. The lender confirms your certificate of eligibility (COE). The COE also shows whether you’re exempt from the funding fee.

2. Credit review. VA sets no minimum score. The wholesale programs we place VA loans with start at a 580 decision score. Some lenders set a higher floor, and that’s an overlay, not a VA rule.

3. Income and debts. The lender documents income, calculates debt-to-income, and runs residual income.

4. VA appraisal. The appraiser sets the “reasonable value” that caps the loan.

5. Net tangible benefit test. The lender runs it and gives it to you.

6. Seasoning check if the loan being paid off is a VA loan.

7. Disclosures and guaranty. VA’s process requires initial and final cash-out disclosures, and VA’s cash-out guide says a guaranty can’t be issued without them.

Skip nothing. A missing disclosure stalls a file as surely as a weak credit profile does.

Residual Income Beats Debt-to-Income

Residual income is the controlling test in underwriting VA loans. It’s what’s left of your monthly income after taxes, debts, and housing costs, measured against a VA table that varies with family size and region.

The 41% debt-to-income figure is a guideline, not a cap. A ratio above it can still work, but the residual income must sit well above the table.

Picture two borrowers with the same debt ratio, both over 41%. One has a family of two and strong leftover income. The other supports four on the same ratio. The table asks more of larger households, so the second file needs more leftover income to clear it. That’s why two files that look identical on paper can get different answers.

A cash-out raises your balance, so it can squeeze residual income. If a file is tight, the usual fixes are taking less cash, paying off a debt at closing, or adjusting the term. Each one moves the number the lender is testing.

The Appraisal and the 100% Ceiling

Under VA Circular 26-19-05, VA won’t guaranty a refinance above 100% loan-to-value, and the financed funding fee counts toward that limit. The value used is the appraiser’s reasonable value, not what you think the home is worth.

Here’s how the cash gets calculated, in order:

  • Start with the appraised value. The new loan can reach 100% of it, fee included.
  • Subtract the payoff of your current loan.
  • Subtract the financed funding fee, unless you’re exempt.
  • Subtract any other financed costs. What remains is your cash.

Every dollar financed in fees is a dollar not in your pocket. If the appraisal comes in low, the ceiling drops with it. You then choose between less cash, a second look at the value, or walking away. Lenders can’t write around a low value.

Net Tangible Benefit: The Test Many Borrowers Miss

Under 38 CFR 36.4306, the new loan has to be in your financial interest, and the lender must give you the test. For cash-outs, the loan must meet at least one of VA’s eight listed benefits. Examples include removing monthly mortgage insurance, a shorter term, a lower payment, or higher monthly residual income.

Two points are easy to get wrong:

  • Meeting the test doesn’t mean the payment drops. A shorter term can qualify while the payment rises.
  • Passing is a floor. It doesn’t prove the cash is a good idea for your household.

Refinancing out of a conventional or FHA loan that carries mortgage insurance can satisfy the test by removing it. That’s a common route for borrowers moving a non-VA loan into VA.

Seasoning and Where the Rules Change

If the loan you’re paying off is a VA loan, seasoning applies: the later of 210 days from the first payment and the sixth payment. A non-VA loan doesn’t face the same VA seasoning question. That’s the main reason VA-to-VA and non-VA-to-VA files are handled differently.

Other edge cases worth knowing:

  • Funding fee. The cash-out fee is 2.15% on first use and 3.3% after. It’s financeable and waived for veterans receiving compensation for a service-connected disability and the other exempt groups. Check the COE before assuming either way.
  • Entitlement. The refinanced portion counts against the entitlement used on the loan being paid off. With full entitlement there’s no VA loan limit. With remaining entitlement, a down payment may be required, so speak with a loan officer.
  • Not an IRRRL. The half-percent rate-reduction and fee-recoupment tests belong to the IRRRL streamline. They don’t apply to a VA cash-out.
  • Overlays. VA’s ceiling is 100%. Some lenders cap lower. That’s their choice, not a VA requirement.
  • Occupancy. Expect the lender to ask you to certify that you occupy the home as your residence. If you no longer live there, discuss with a loan officer how your prior occupancy would be documented, since it depends on the file and lender guidelines.

Why Files Stall or Fail

Problem Usual cause Typical fix
Residual income short Too much cash, high debts Take less cash, pay a debt at closing
Low appraisal Value below expectations Reduce the loan, or dispute with data
No net tangible benefit Term and payment don’t improve Adjust the term or structure
Seasoning not met VA loan too new Wait until the seasoning date
Missing disclosures Paperwork gap Complete before guaranty

Credit is the other common snag. A score near the floor with recent late payments draws letters of explanation and sometimes a manual underwriting review. Keep your bank statements and pay stubs organized before you apply. It saves back-and-forth.

Cash-Out vs. Streamline vs. Home Equity Loan

Product Cash out? Appraisal Underwriting
VA cash-out Yes VA appraisal Full
IRRRL No Not required Reduced
Home equity loan or line Yes Usually Varies by lender

The VA cash-out replaces your whole first mortgage. A home equity product sits behind it. If your current loan carries a payment structure you value, that difference matters. If you want to move a conventional or FHA loan into VA and pull cash at once, the cash-out does both in one transaction. Which fits depends on your balance, your current terms, and what the cash is for.

If your credit score is the sticking point, Lendmire’s guide to VA cash-out credit score requirements goes deeper on how lenders read the score.

Risks and Who It Fits

You’re converting equity into debt secured by your home. Your balance rises, and future equity shrinks. That’s the trade, and it’s worth saying plainly.

It tends to fit borrowers with substantial equity, a clear use for the cash, and enough residual income to carry the larger balance. It fits less well if the main goal is a quick cushion for spending, or if the current loan is already well-structured.

Be careful with mailers. VA doesn’t send them. The CFPB’s NewDay USA order found deceptive cost comparisons aimed at veterans, and flagged “churning,” meaning repeated refinancing that doesn’t help the borrower. Compare several lenders, as VA itself advises.

Key Terms Defined

Certificate of eligibility (COE): The VA document that confirms your entitlement and shows any funding fee exemption.

Residual income: The money left each month after taxes, debts, and housing costs, measured against a VA table.

Reasonable value: The appraiser’s value that caps the new loan at 100%.

Net tangible benefit: A VA test showing the new loan improves your financial position in at least one listed way.

Seasoning: The waiting period before a VA loan can be refinanced into a new VA loan.

Frequently Asked Questions

Does a VA cash-out refinance need a full appraisal and underwriting?

Yes. It’s not a streamline, so the lender reviews credit, income, debts, and residual income, and a VA appraisal sets the value. The IRRRL’s reduced documentation doesn’t apply.

Can I refinance a non-VA loan into a VA loan?

Yes, with a valid COE. The new loan still has to show a net tangible benefit, and removing monthly mortgage insurance is one common way to meet it. VA seasoning doesn’t hinge on the old loan since it isn’t a VA loan.

What’s the maximum I can borrow?

Up to 100% of the appraised value, funding fee included, subject to lender guidelines and your residual income. Some lenders set lower caps, so the reachable amount can differ by program.

Does a lower payment come with the cash-out?

Not automatically. The net tangible benefit can be met by a shorter term or by removing mortgage insurance, and taking cash raises your balance. Run the payment effect before committing.

Is there a minimum credit score?

VA sets none. The wholesale programs Lendmire places VA loans with start at a 580 decision score, and individual lenders may require more. Nothing here is a commitment to lend.

If you’re weighing a cash-out refinance against keeping the loan you have, Lendmire can help you compare the programs and the equity each one reaches.
