How a DSCR HELOC Works for Investors Buying Their Next Rental

How a DSCR HELOC Works for Investors Buying Their Next Rental

The Quick Read: A DSCR HELOC is a revolving credit line secured by a rental you already own, qualified mainly on that rental’s income instead of your paycheck, and it supplies down-payment cash while a separate purchase loan on the next property does the actual buying. It qualifies primarily on property-level rental income covering the payment, subject to lender guidelines. The line never goes on the property you are buying.

  • The line sits on a rental you keep. It is a standalone second lien behind your first mortgage, or a first lien on a rental with no mortgage.
  • Rent must cover a stress payment on the entire credit limit at least 1.10 times, subject to underwriting.
  • On a second lien, combined leverage reaches 70% CLTV at a 720 score or better, on lines from $50,000 to $500,000, through select programs.
  • The line buys nothing alone. A second loan, written on rental two, does that.
  • The program is offered in 15 of Lendmire’s 16 licensed states, every licensed state except Tennessee.

Key Terms Defined

HELOC: A home equity line of credit is a revolving loan secured by property you own. You draw cash against a set limit instead of taking one lump sum.

DSCR: The debt service coverage ratio is monthly rent divided by the monthly payment the lender tests. A 1.10 ratio means rent is 110% of that payment.

Second lien: A loan that sits behind your first mortgage. If the property is ever sold under pressure, the first mortgage is paid before it.

CLTV: Combined loan-to-value adds the first mortgage balance and the new line, then divides by the property’s value.

Stress payment: A fully amortizing payment on the whole credit limit at a higher test rate. It is a qualifying yardstick, not a bill you receive.

Draw period: The stretch when you can borrow from the line and pay interest only on what you have drawn.

Seasoning: The waiting period a lender wants after you buy or refinance a property before it will lend against it.

Source of funds: The paper trail showing where your down payment came from.

What Is a DSCR HELOC, and What Is It Not?

“DSCR HELOC” is market shorthand, and people attach it to three different products. Only one of them is a rent-qualified line on a rental. Mixing them up is how investors waste a week calling the wrong lenders.

Product What it sits on What it’s judged on
DSCR HELOC A rental you own The rental’s rent and your credit
Bank investment HELOC A rental you own Your personal income and debts
Home HELOC Your own residence Your income; owner-occupied product

A home equity line on your residence is a different, owner-occupied product. This line is never written on an owner-occupied home or a second home. It goes on a one-to-four-unit rental. Because these are business-purpose investor loans, they are reviewed differently from a standard owner-occupied mortgage.

Here is the tradeoff. A bank line judged on your personal income asks for tax returns, pay stubs and a debt-to-income ratio. This one is reviewed on the rental’s income: no traditional personal-income documentation, W-2s or personal income calculation, subject to lender guidelines. Credit, title and valuation still get reviewed. The rent, the lease and the credit report are all documented.

Which Rental Carries the Line?

The line goes on a rental you already own and plan to keep. It never goes on the property you are buying. The program does not allow it to close together with a purchase, either.

That means two separate loans on two separate properties. Rental one carries the line. Rental two gets its own purchase loan, with its own file and its own underwriting. Each lender judges only the property it lends against.

Equity does not pool. If you own three rentals, a line on one uses only that one’s equity. Picture a landlord with a free-and-clear duplex and a financed fourplex. Each could carry its own line, sized on its own value and its own rent.

Vesting can stay in your LLC, subject to program terms. The members sign as guarantors. The borrowers on the line also need not match the borrowers on the first mortgage.

How Does Underwriting Treat the Line?

Underwriting tests the rent against a payment on the whole line. Rent is the lesser of the appraisal’s market rent and the lease, unless three months of receipts support a lease above market. A lease must be in place. A two-to-four-unit building can have at most one vacant unit.

The payment is a stress payment: principal and interest, fully amortizing, on the entire credit limit at a test rate above the starting rate. Taxes and insurance are not part of it. The minimum coverage is 1.10x.

Notice what that means. Drawn or not, the full limit gets tested. A $300,000 line is tested as if every dollar were borrowed. On a second lien, confirm on the file how the lender treats the first-mortgage payment, because the lender’s own coverage calculation governs.

  • Second lien (behind your first mortgage): up to 70% CLTV at a 720 score or better, on lines up to $500,000. Below 720 there is no second-lien option.
  • First lien (rental with no mortgage): up to 75% LTV at 740 or better, and 70% LTV from 700 to 739, on lines up to $500,000. Lines above $500,000, up to $1,000,000, are capped at 65% LTV at 720 or better. These specifics are subject to lender guidelines and a full review of property, leverage, and credit.

A first lien exists only on a rental with no mortgage. A declining-market flag can lower the ceiling by 5 percentage points. These are ceilings, not offers, and every file is underwritten individually.

Valuation: lines up to $400,000 use an automated valuation (confidence score of 85 or better) with a property inspection report, or a full interior appraisal. Larger lines take a full interior appraisal. Appraisal waivers are not accepted.

Credit: a 720 minimum on a second lien and 700 on a first lien. The lender needs no 30-day mortgage late in the last 12 months. It also needs 48 months since a bankruptcy, foreclosure, short sale or deed-in-lieu. No reserves and no cash to close are required.

How Long Must You Own the Rental First?

A rental bought or refinanced inside the last 6 months is not eligible (that clock runs from the last note date to the new note date), and the owner must have held title for 6 months (settlement date to note date). Plan the line around that wait. A rental you closed on last month cannot carry it.

How a DSCR HELOC Works, Step by Step

1. Pick the collateral. Choose the rental with the most usable equity and clean eligibility. Rural-designated property, row homes, condotels and leaseholds are outside this program. So is a property listed for sale in the prior 2 months.

2. Document the file. Expect a lease, a credit report, a valuation and title work. A full title policy applies on a first lien and on second liens above $400,000.

3. Close the line. At least 80% of the line is drawn at closing, and the closing draw is never less than $50,000. On the smallest lines, that means the whole line is drawn.

4. Park the cash cleanly. Keep the draw in its own account. A later purchase lender will ask for the source of funds.

5. Buy rental two with a separate loan. The line supplies the down payment. The purchase loan finances the building. Each has its own approval.

6. Run rental two. Rent from both properties now carries both obligations. Many investors later refinance rental two and pay the line down.

7. Repeat on a different rental. Rental three can carry the next line, up to program exposure limits.

Because most of the line is drawn at closing, interest-only payments begin on that balance right away. Open the line when a purchase is lined up. A line opened months early means paying interest on idle cash.

Does the Line’s Payment Count Against the New Property’s DSCR?

Usually not in the ratio, but yes in your real cash flow. On a purchase file, coverage is normally the new property’s rent against its own obligation. The line’s payment belongs to rental one. The purchase lender’s own guidelines govern, so ask early how it views existing debt.

Real cash flow is another story. Rental one’s rent now pays its first mortgage and the line. If rental one is thin, rental two has to carry the whole portfolio. Run both properties as a single budget.

Here is a hypothetical, labeled as modeled assumptions only. Say rental one is worth 100 units, and the first mortgage sits at 45% of value. The most the line can add is 25% of value, because 70% CLTV minus 45% leaves 25%.

Item Rental one (carries the line) Rental two (being bought)
Job Collateral for the line Bought with line cash plus a purchase loan
Leverage test At or under 70% CLTV Set by the purchase lender
Coverage test Rent over stress payment, 1.10x or better Rent over its own obligation
Modeled read Around 1.2x Reviewed on the purchase lender’s terms

The rental one read shows a file clearing the floor with room to spare. Clearing 1.10x barely is risky, because the rate on this line is variable.

DSCR HELOC vs. Cash-Out Refinance vs. Cash Down

The deciding factor is what happens to your first mortgage. A cash-out refinance replaces it. The line keeps it in place and adds a second lien beside it.

Factor DSCR HELOC DSCR cash-out refinance Cash down
First mortgage Stays Replaced Untouched
Structure Revolving line New first loan No new debt
Best when First-mortgage terms are worth keeping You want one new loan You have idle savings

Choose the line when your existing first mortgage has terms worth protecting and you want a draw structure. Choose the cash-out refinance when you would rather have one loan than two liens. Choose cash when you have it and do not mind tying it up. Lendmire’s piece DSCR HELOC vs. DSCR Cash-Out Refinance for Investors Buying Their Next Rental goes deeper on that choice.

Where the General Rule Breaks

The payment test and the actual bill differ. A consumer line normally means payments only on the amount you borrow. This program tests coverage on the full limit instead. Your actual payment follows your drawn balance. Qualifying follows the limit.

The rate floats. With a variable rate, monthly payments may change even if you draw no more money, per the CFPB. A cushion that looks fine at closing can shrink later.

Repayment steps up. After the 5-year interest-only draw period comes a 25-year fully amortizing repayment period, with a 30-year maturity. Payments rise when principal begins. Model that step before you borrow.

The line can be restricted. The CFPB notes that if the home’s value decreases significantly, the lender might not allow additional credit. Later draws must be at least $5,000 each. Do not count on the line as standby cash.

Your first mortgage gets harder to refinance. A later refinance of the first mortgage usually involves the line’s lender, because the line sits behind it.

Some borrowers and properties are out. Foreign nationals and ITIN borrowers are not eligible. Eligible borrowers are U.S. citizens, permanent residents and non-permanent residents with a Social Security number.

Who Should Use This, and Who Should Skip It

A DSCR HELOC fits a landlord who owns a seasoned rental with real equity, wants to keep a good first mortgage, and has a rental two worth buying. Anyone with a plan to refinance and pay the line down later is a natural fit.

It does not fit if you own no rental. A first-time investor has nothing to borrow against. Skip it, too, when rental two’s numbers are weak, since the line can turn a thin deal into two thin deals. It is also a poor match when equity is thin, when the rental is outside the eligible property types, or when the rental’s rent cannot clear 1.10x on the whole limit.

Both rentals are exposed. If rental two underperforms, rental one’s lien is still there. Think of it as one portfolio with two liens, not two separate bets.

Scaling to Rentals Three and Four

Each line attaches to one property. Rental one carries line one. Once rental two has been held for six months and has equity, it can carry the next line. Exposure builds across the portfolio, and the program allows at most 5 loans or $2,500,000 per borrower. Track that total before you plan a third purchase.

The most common stumbling block is often not the coverage test. It is documentation of the draw. Purchase lenders want a clean trail from the line to your account to the escrow. Investors who commingle the cash with operating funds create work for themselves.

Frequently Asked Questions

Can the line buy the next property by itself?

No. The line produces cash and nothing else. A separate purchase loan on rental two finances the building, and the line supplies the down payment.

Can I open it before I go under contract?

Yes, and the line has to exist before you need the cash. Because at least 80% is drawn at closing, interest begins on that balance right away. Time the line to a real purchase.

Is there a waiting period on a newly bought rental?

Two six-month clocks apply: the line is not available on a rental bought or refinanced in the last 6 months (last note date to new note date), and title must have been held for 6 months (settlement date to note date).

Can an LLC-held rental carry it?

Yes, for investment property, subject to program terms. The members sign as guarantors. A title holder who is not a borrower signs a non-borrowing owner acknowledgment and the security instrument.

Does it count as a down payment on the next rental?

The cash works as one, but the purchase lender reviews the source of funds. Keep the draw separate and documented. Ask the purchase lender in advance how it treats borrowed down-payment funds.
