How a DSCR HELOC Works to Retire Business Debt

How a DSCR HELOC Works to Retire Business Debt

The Quick Read: A DSCR HELOC is a revolving line on a rental you own, and it can pay off business debt such as cards, term loans and merchant cash advances. The line qualifies primarily on property-level rental income covering the payment, subject to lender guidelines, so your personal income is never calculated. You keep your first mortgage, the lender tests the rent against a stress payment on the whole line, and you have to be able to document where the money goes.

  • It is a standalone second lien behind your first mortgage, or a standalone first lien on a rental with no mortgage.
  • The rent has to clear a 1.10x coverage test, and the lender runs that test on the whole credit limit.
  • Second liens reach 70% combined loan-to-value at 720 or better, on lines up to $500,000, subject to underwriting.
  • Most of the line is funded at closing, so plan the line around the debt you are retiring.
  • The rental becomes collateral for debt that used to stand on the business alone. That is the main tradeoff.

What a DSCR HELOC Actually Is

The product is a home equity line on a non-owner-occupied one-to-four-unit rental. It is not a line on your own home. Across the wholesale network, the program is written as a standalone second lien behind the first mortgage you keep, or as a standalone first lien on a rental that has no mortgage. It is never closed with a purchase and never sits as a third lien.

The rent drives lender review. The file needs no tax returns, W-2s, pay stubs or debt-to-income ratio. That matters for business owners, because a tax return loaded with write-offs can sink a bank HELOC that looks at personal income. Vesting in your LLC is allowed on investment property, subject to program terms. The members sign as guarantors.

The structure follows the open-end model the federal consumer-finance regulator describes for home equity lines: you borrow against equity, repay, and borrow again during a draw period. This line adds a twist. Because at least 80% of it is drawn at closing, it works more like a large loan with a small undrawn remainder than a standby reserve. How Underwriting Treats the File, Step by Step

The lender reviews the rent, the lease, the credit report and the valuation. Here is the order a file moves in.

1. Collateral check. The property must be a non-owner-occupied rental in an eligible type: single-family, PUD, townhome, two-to-four units, or a condominium. Rural-designated property, condotels, row homes, leaseholds, land trusts and a property listed for sale in the prior 2 months are outside this line.

2. Seasoning. A rental bought or refinanced inside the last 6 months is not eligible (that clock runs from the last note date to the new note date), and the owner must have held title for 6 months (settlement date to note date).

3. Rent and coverage. Rent is the lesser of the appraisal’s market rent and the lease, unless three months of receipts support a lease above market. That rent is divided by a fully amortizing payment on the entire credit limit at a stressed start rate. The minimum is 1.10x. Taxes and insurance are not part of that qualifying payment. On a second lien, confirm on the file how the lender treats the first-mortgage payment. The lender’s own calculation governs.

4. Leverage. Second liens go up to 70% combined loan-to-value at 720 or better. That is the first mortgage balance plus the new line, divided by value. Below 720 there is no second-lien tier. First liens on a rental with no mortgage reach 75% loan-to-value at 740 or better and 70% from 700 to 739, on lines up to $500,000. Lines above $500,000, up to $1,000,000, carry a 65% ceiling at 720 or better.

5. Valuation. Lines up to $400,000 use an automated valuation with a property inspection report, or a full interior appraisal. Larger lines take a full interior appraisal. Appraisal waivers are not accepted.

6. Credit and exposure. No 30-day mortgage late in the last 12 months. 48 months since a bankruptcy, foreclosure, short sale or deed-in-lieu. No reserves or cash to close are required. A borrower can carry at most 5 loans or $2,500,000 with the program.

7. Business-purpose documentation. Paying off business debt needs a clean paper trail. Collect payoff statements for each debt and proof that it is your business obligation: a loan agreement, card statements or the advance contract.

Every figure above is a ceiling or floor offered through select programs, subject to underwriting, not an offer.

Which Business Debts Fit

Debt type How it is paid What to document
Business credit cards Payoff to the issuer Statements in the business name
Term loan Payoff letter Loan agreement, current balance
Merchant cash advance Payoff or buyout figure Contract and payoff statement
Equipment financing Payoff, then lien release Payoff letter, lien details
Business line of credit Payoff and account closure Statement, closure confirmation
Partner or family loan Payoff to the individual Written note, repayment proof

Where the lender pays creditors directly, the payoff trail itself shows what the money did. That helps when anyone later asks about the purpose of the loan.

Does the Loan Count as Business-Purpose?

Paying off business debt is a business-purpose use, but the paperwork has to say. Under the CFPB’s exemption rule, credit for acquiring, improving or maintaining a non-owner-occupied rental is deemed business-purpose. Retiring existing business debt is not one of those three, so the file leans on the facts of the purpose instead. A checked box alone may not be enough.

Mixed use is where this gets hard. If the payoff list includes personal items, the loan is judged on its primary purpose. Keep the list clean and business-only.

Tax treatment can depend on how the funds are used and how the property is held; borrowers should keep clear records and speak with a qualified tax professional before relying on any deduction.

The Draw Period, Then the Step-Up

The structure has two phases. The first 5 years are an interest-only draw period on the drawn balance. A 25-year fully amortizing repayment period follows, for a 30-year maturity. The rate is variable. Later draws are at least $5,000 each. Lines start at $50,000, and on the smallest lines that means the whole line is drawn at closing.

Here is the cash-flow point that trips people up. Interest-only payments in the draw period can look light next to the card or advance payments they replace. Once repayment starts, the payment steps up because principal begins amortizing. Run the rental’s coverage at that stage, not only at closing.

Run the Coverage Before You Size the Line

Say a rental covers its first mortgage at 1.25x. Add a second lien that increases total debt service by about 20%, and coverage falls to roughly 1.04x. The cushion is gone. That figure is an illustration of the property’s combined coverage, and it is not the program’s own calculation. The program test is separate, since it applies a stress payment to the whole line.

So size the line to the debts you are retiring, not to the maximum equity. A bigger line raises the stress payment, and the 1.10x test gets harder to clear. A thin-margin rental may not clear it after the whole line is stressed. Leverage matters as well. A declining-market flag lowers the ceiling by 5 points, and a thin equity cushion limits the line before rent does.

Where the General Rule Breaks

Owner-occupied rentals. If anyone will live in the property for more than 14 days in a year, it is not non-owner-occupied under the rental safe harbor, and this line is not available on an owner-occupied home.

Lines get reduced or frozen. The CFPB’s HELOC booklet notes that lenders may reduce a line when home value declines, and that selling generally means repaying the line. Do not build a plan that depends on later draws that may not be there.

Entity questions. An LLC can hold the rental. Your operating company, the one that owes the debt, is a different entity. Confirm who signs and who is on title before you apply.

Eligibility limits. Foreign nationals and ITIN borrowers are not eligible on this program. It is offered in 15 of Lendmire’s 16 licensed states, every licensed state except Tennessee.

Is It a Good Fit?

Good fit Poor fit
Business debt is costly and short-term Business income is shrinking
Rental has strong equity and rent coverage Rent barely covers the existing mortgage
You want to keep a good first mortgage You would rather replace the first mortgage
Payoff list is purely business debt Payoff list mixes personal debt

The central tradeoff is risk. You swap unsecured or business-secured debt for debt secured by a rental. If the business struggles, the rental now stands behind that borrowing. Be honest about that before you sign.

Alternatives Worth Comparing

A DSCR cash-out refinance replaces the first mortgage with one larger loan. A line keeps the first mortgage in place, which matters most when that mortgage is one you want to keep.

A bank HELOC on a rental is generally underwritten on personal credit and debt-to-income instead of rent. A business term loan or an SBA loan is underwritten on the business. Each answers a different question, so match the product to the file you can document.

Key Terms Defined

DSCR: Debt service coverage ratio, meaning the rent divided by the qualifying payment.

Draw period: The first 5 years, when you can borrow against the line and pay interest on the drawn balance.

Repayment period: The 25 years after the draw period, when the balance amortizes fully.

Combined loan-to-value (CLTV): The first mortgage balance plus the new line, divided by value.

Lien position: Whether the line sits behind your first mortgage (second lien) or stands first.

Payoff letter: A creditor’s written statement of the exact amount needed to retire a debt.

Mistakes to Avoid

  • Sizing the line to the full equity instead of the debt list.
  • Mixing personal bills into the payoff.
  • Ticking the business-purpose box without the payoff statements behind it.
  • Judging coverage at the interest-only stage and ignoring the repayment step-up.
  • Forgetting that the line is tested on the whole limit, not the drawn balance.

If you are considering a home equity line on a rental property and want to see how the numbers work, Lendmire can help you compare DSCR HELOC options based on the property, the rent, the equity available, credit profile, combined leverage, and your goals. Programs change and every file is underwritten individually.

Frequently Asked Questions

Can a DSCR HELOC pay off business credit cards or a merchant cash advance?

Yes, when the debts are your business obligations and you can document them. Collect statements and payoff figures for each one. The lender’s review turns on the rent, the lease, the credit report and the valuation, subject to underwriting.

Does my business income count toward qualifying?

No. The line qualifies primarily on property-level rental income covering the stress payment, subject to lender guidelines. No traditional personal-income documentation, W-2s or personal income calculation are involved.

What happens to my existing first mortgage?

It stays in place. The line sits behind it as a second lien, and combined loan-to-value, meaning both balances over value, caps at 70% at 720 or better. A first lien is only available on a rental with no mortgage.

Can an LLC-held rental qualify?

Yes, subject to program terms. The LLC can stay on title for investment property, the members sign as guarantors, and a title holder who is not a borrower signs an acknowledgment.

What if the rent does not cover the larger payment?

Then the line may need to be smaller. Coverage is tested at 1.10x on the whole line, so reducing the line is the first lever. A different structure, such as a cash-out refinance, may fit better.
