What a Rental HELOC Lender Does If Your Student Loans Are in Default

What a Rental HELOC Lender Does If Your Student Loans Are in Default?

The Quick Read: The lender treats the default as a credit problem first and a payment problem second. No federal rule bars a private equity-line lender from lending to you, but a defaulted loan drags down the score that an investment line already needs at 700 or better. Lenders then want a documented resolution before they move forward.

An investment-property line through Lendmire’s network caps at 70% CLTV, with a 700 minimum credit score and a maximum line of $500,000. The federal screening database that applies to federal student aid is not the gatekeeper for a private second lien. The lender still qualifies the file on a debt-to-income ratio that caps at 50%. The default tradeline and the late payments before it both lower the score. A servicer letter showing rehabilitation or consolidation is the core resolution document. Lines are written on properties titled in an individual’s name or a revocable trust, not an LLC.

Editable Equity Scenario

How large a line the equity supports.

An equity line is sized by combined loan-to-value, occupancy, and credit — not by rental coverage. Switch the occupancy or the credit band and the ceiling moves with it.

Investment-property lines require a 700 minimum credit score; second-home lines start at a 640 minimum and primary-residence lines at 600, and the combined-LTV ceiling steps down as the credit band drops on primary-residence and second-home lines and holds on investment-property lines; the line cap steps down on primary-residence lines and holds at every tier on investment-property and second-home lines.

A debt-to-income ratio above 45% requires 680+ credit. Profiles under 640 are limited to single-family homes. At least 75% of the approved line is drawn at closing. Ceilings, floors, and caps update from Lendmire’s centralized guideline source.

Illustrative estimate only — not a quote, Loan Estimate, approval, or commitment to lend. The rate is an editable assumption; equity-line pricing is variable through both the draw and repayment periods and never converts to fixed. Occupancy and credit drive the ceiling together: an investment property tops out at 70% combined LTV (minimum credit 700, line cap $500,000); a second home tops out at 90% combined LTV (minimum credit 640, line cap $500,000), with the ceiling stepping down as the credit band drops (the cap holds at every tier); a primary residence tops out at 90% combined LTV (minimum credit 600), and its $750,000 maximum line is available only at 75% combined LTV or below with a 700-or-better credit profile (720 on the longer-runway program) and a full appraisal. Lines above $500,000 require a full appraisal. Credit, debt-to-income, property type, and full underwriting review all affect the final line.

Lendmire is a mortgage broker. It places equity-line files with select wholesale lenders and does not lend itself, and nothing here is a commitment to lend.

Does a Defaulted Student Loan Automatically Block a Rental HELOC?

No. The federal bar on defaulted borrowers works through a screening database called CAIVRS.

A rental HELOC is not a government-backed product. The database is generally not the gate. The credit report is.

What Counts as Default, Delinquency, and Collection?

These three terms get used as if they mean the same thing. Lenders treat them differently.

Key Terms Defined

  • Delinquency: A payment is late but the loan has not reached default status.
  • Default: The borrower has gone without payment long enough that the servicer treats the loan as failed. Federal student loans generally reach default after more than 270 days without payment.
  • Collection: The defaulted debt has moved into active recovery, such as wage garnishment or Treasury offset for federal loans.
  • CAIVRS: The federal screening database that flags borrowers with delinquent or defaulted federal debt.
  • Rehabilitation: A path that restores a defaulted federal loan to good standing and removes the default notation from the credit history.
  • Consolidation: A path that replaces the defaulted loan with a new federal loan, while the default record stays on the credit history.
  • CLTV: Combined loan-to-value, which counts the first mortgage and the new line against the property’s value.

How Does the Lender Read the Default on the Credit Report?

The credit pull is where the file first reacts. The lender sees the default or collection status, the late-payment history, and the balance. Each piece lowers the score.

The Urban Institute reports that a borrower’s credit score typically drops by 50 to 90 points in the run-up to default. That damage often lands before the default itself is formally recorded.

The score gate comes first. On the investment-line side of Lendmire’s network, the floor is 700, and credit above 700 buys eligibility rather than leverage. Both the 720 and 700 tiers reach the same 70% CLTV on an investment property, up to $500,000. There is no tier beneath 700. A score damaged by default often fails this test before the lender reviews anything else.

NerdWallet reports that rental lines typically want a 720 score, compared with 620 for a primary home. Those are market-wide statistics. In Lendmire’s network, the investment-line figures are the 700 floor and 70% CLTV cap stated above.

How Is the Student Payment Counted in the Debt Ratio?

An equity line on an investment property in this network is income-qualified. The debt-to-income ratio caps at 50%, and it drops to 45% for credit profiles from 600 to 679. A ratio above 45% needs a 680 minimum. The qualifying payment on the new line is calculated on the interest-only payment at the maximum draw.

The student loan enters that ratio through a monthly payment figure, not the balance. A lender may use the credit-report payment, a servicer statement, or a calculated payment. Which one applies depends on the lender and on whether the loan sits in repayment, rehabilitation, or collections.

Here is the catch. A defaulted loan may show a payment of zero on the report, and lenders do not always accept zero at face value. Expect a request for a servicer document that states the real payment.

Co-signed loans and Parent PLUS loans can appear on a parent’s report and count in the ratio even when the child makes the payments. A file with that situation needs documents showing who pays.

What Happens in Underwriting, Step by Step?

1. The credit pull shows the tradeline. The report carries the default status, the late-payment history, and the balance. The report cannot be more than 90 days old at closing, and there are no rescores.

2. The score gate runs first. The 700 investment floor is tested against the post-damage score. A single-bureau score model keyed to the primary wage earner drives the result.

3. Derogatory history is read against seasoning rules. A bankruptcy needs 4 years of seasoning from discharge or dismissal. Investment files follow a 7-year seasoning path for foreclosure and 4 years for a deed-in-lieu, pre-foreclosure, or short sale. A student loan default is a separate item from these, but it shows up beside them and shapes the reviewer’s read of the file.

4. The debt ratio is calculated. The lender needs a payment figure for the student debt and tests the result against the 50% cap, or 45% in the lower credit band.

5. Resolution documents are requested. These usually include a servicer letter showing a rehabilitation or consolidation agreement, a payoff statement, a letter explaining the delinquency, and proof the loan left collections.

6. Valuation and title are reviewed. An investment line caps at $500,000, so it sits in the automated-valuation lane and commonly closes with no traditional appraisal. Title must sit with an individual borrower or a revocable living trust.

What decides the outcome comes down to five things: whether the loan is still in default or has been cured, the score after the damage, the payment used in the ratio, whether the lender’s overlays on collections apply, and the property’s vesting.

Decision Table: Situation vs. Typical Lender Response

Situation Typical lender response Your next step
Still in default, score under 700 File stops at the score gate Resolve the default, rebuild the score
Rehabilitated, record cleaned Default notation gone, late payments remain Gather the servicer letter, retest the score
Consolidated, default on report Score may still fall short Document on-time payments, review score
In garnishment Cash flow and ratio questions Resolve before applying
Private loan default Appears on the report only Get the lender’s cure terms in writing
Co-signed or Parent PLUS Counts in the ratio Document who pays

The right response for any one file depends on the lender, the loan type, and the full credit picture.

Rehabilitation or Consolidation: Which Helps the File?

The two routes treat the credit report differently, and that difference shapes the equity-line file.

Experian describes consolidation as the faster path. It requires three full, on-time payments toward the defaulted loan, or repayment of the new loan on an income-driven plan. The default record stays on the credit history.

Rehabilitation takes longer. The Urban Institute says it requires nine voluntary payments and has historically been usable only once. It removes the default notation. Missed payments from before the default remain, and Experian’s rehabilitation page says those pre-default late payments stay for seven years.

So neither route wipes the slate. For an investor chasing a 700 floor, the plan has to account for what remains after the cure, not just the default notation itself.

The score effect of removing the default notation is modest. A GAO report found that removing a student loan default from a credit profile raised scores by only about 8 points on average in a simulation, because the earlier delinquencies stay on the report. That finding comes from an older study.

Are Federal Collections Still Paused?

Partly. The U.S. Department of Education announced that it was delaying wage garnishment and Treasury offset. The pause covers involuntary collection only. The default entry still sits on the credit report, so the lender still sees it.

Investors should not read the pause as permission to wait. If collections resume, garnishment hits cash flow.

A garnished paycheck lowers the personal income a lender reviews and can thin the reserves behind the file. Consolidation also becomes unavailable once garnishment is active, until the order is lifted.

Why the Government-Backed Contrast Matters

Some investors plan to buy an owner-occupied home later with FHA financing. That path is stricter, because removal from the federal screening database does not guarantee FHA eligibility.

A rental line has no such federal screen. That is why the equity-line question turns on score and ratio rather than a federal flag.

When Is the Line Structurally the Wrong Tool?

Some files fail on structure, not credit.

Title is the sharpest case. Lines in this network require fee simple or leasehold title held by an individual borrower or a revocable living trust. LLCs, corporations, partnerships, and irrevocable, blind, or land trusts cannot hold title. A rental already deeded to an LLC needs a vesting change or a different structure.

Property type matters too. Manufactured homes, co-ops, condotels, log homes, commercial, mixed-use, and agricultural zoning are not eligible. A borrower with more than 15 financed properties is also not eligible, and a borrower is limited to three lines.

Availability is narrower than the investor-loan footprint. Equity lines run only in Lendmire’s 16 full-service states: AL, CA, CO, FL, GA, IN, MI, MT, NM, NC, OH, PA, TN, TX, VA, and WA.

The Alternative Path: Rental Coverage Instead of Personal Credit

When the equity-line door stays closed, a different product reads the file differently. A DSCR loan is reviewed primarily on property-level rental income covering the payment, subject to lender guidelines. Student payments do not enter the coverage ratio, which compares rent to the property’s full monthly obligation.

That does not make credit irrelevant. Across the wholesale network, a 620 floor exists in parts of the network, most programs want around 660, and 700 or better unlocks the strongest leverage tiers. Cash-out refinances top out around 75% LTV across most of the network, and about 6 months of seasoning is the common expectation. Reserves vary by lender, leverage, and loan size, commonly around 6 months of PITIA.

Coverage of 1.00 is where select programs start. A separate select-lender path takes coverage below 1.00, with leverage and terms adjusted. And clearing 1.00 is not the same as positive cash flow. Repairs, vacancy, management, and capital expenses sit outside the calculation.

A DSCR cash-out refinance carries its own tradeoffs against an equity line. The complete DSCR loans guide walks through the structure, and the choice between the two depends on the property, the equity, and the borrower’s credit.

Common Mistakes on Defaulted-Loan Files

  • Assuming the pause erases the problem. The credit entry remains during the collection delay.
  • Assuming consolidation cleans the report. The default record stays on the history.
  • Assuming rehabilitation erases everything. Pre-default late payments remain.
  • Applying before the servicer letter exists. The lender asks for documents that prove the cure.
  • Ignoring vesting. A rental held in an LLC cannot take an investment equity line.
  • Treating the 700 floor as flexible. Credit above 700 buys eligibility, not extra leverage, and nothing sits beneath it.

Frequently Asked Questions

Can I get a rental HELOC while my student loans are still in default?

It is unlikely. The default and the late payments before it lower the score, and the investment line in Lendmire’s network requires 700 or better. Lenders also ask for resolution documents before they proceed. Each file is reviewed individually, and approval is never assured.

Does the federal screening database stop a private equity line?

Not directly. The database governs government-backed loans such as FHA. A private second lien relies on the credit report and the debt ratio. A flag in the database does not decide a rental HELOC the way it decides an FHA application.

Which helps more, rehabilitation or consolidation?

It depends on the file. Rehabilitation removes the default notation but leaves pre-default late payments for seven years. Consolidation is usually faster but keeps the default on the credit history. Neither route guarantees the score reaches 700.

What if the loan is a private student loan?

A private default would not appear in the federal database, but it would appear on the credit report. A GAO simulation found that removing a student loan default raised scores by only about 8 points on average, so the surrounding delinquencies still weigh on the file.

Is the HELOC route my only option for pulling equity from a rental?

No. A DSCR cash-out refinance qualifies primarily on rental income, with student payments outside the coverage ratio. Credit floors, reserves, and leverage caps still apply, and terms depend on the lender. Lendmire’s piece Where to Get an Investment Property HELOC When Picking a Lender for a Rental Property compares the paths.

If you are considering a home equity line and want to see how the numbers work, Lendmire can help you compare HELOC options based on the property, the equity available, credit profile, combined leverage, and your goals.
