Best DSCR HELOC Program When Returns Understate Income

Best DSCR HELOC Program When Returns Understate Income

The Quick Read: The best program for your situation is a standalone second lien (or a first lien on a paid-off rental) that qualifies primarily on the rental’s income covering the payment, subject to lender guidelines, so your tax return never enters the math. Depreciation and write-offs can shrink your reported income while the rent keeps flowing. A rent-based line sidesteps that gap.

  • Qualification runs on rent against a stress payment on the whole line, with a 1.10x minimum, subject to underwriting.
  • A second lien tops out at 70% combined loan-to-value (CLTV), and a first lien reaches 75% loan-to-value (LTV) at the top credit tier, through select programs.
  • You keep your current first mortgage and can hold title in an LLC, subject to program terms.
  • “No tax returns” still means a lease, credit report, valuation and insurance.
  • Lendmire offers this in 15 of its 16 licensed states, every licensed state except Tennessee.

Lendmire is a mortgage broker. It does not lend, so it does not rank lenders. It works with a network of wholesale DSCR HELOC lenders and matches your file to the program that fits.

Why Do Tax Returns Understate What a Rental Earns?

Tax returns understate rental income because the biggest deductions are not cash costs. Depreciation is the main one. A rental can show a loss on paper while it deposits real money every month.

Rental income and expenses go on Schedule E. The IRS instructions for Schedule E describe depreciation as an annual deduction that recovers the cost of property over a long useful life. Residential rental buildings are depreciated over 27.5 years, per IRS Publication 527. You never write a check for that deduction.

Add mortgage interest, repairs and a growing portfolio, and the bottom line on your return can land near zero or below. A lender who underwrites on personal income sees that bottom line. It does not see the cash flow.

Picture an owner with several rentals, all with strong leases. Each one covers its costs with room to spare. The return still shows a thin or negative net, because every year the depreciation and interest write-offs stack up. A bank that underwrites on income will read that as weak. A rent-qualified line reads the lease.

That is the whole reason this product exists. It is not a loophole. It is a different question: does the property cover its own debt?

What Is a DSCR HELOC, Exactly?

A DSCR HELOC is a revolving line of credit secured by a non-owner-occupied one-to-four-unit rental. It is reviewed on the property’s rent rather than your personal income. The label is loose across the market, so check the structure before you compare anything.

Some products sold as investment-property HELOCs still ask for tax returns and debt-to-income ratios. Others are closed-end second loans. Some are cash-out refinances with a new name. Ask one question first: does this qualify on the rent, or on my return?

In our network, the program is one of two things:

  • A standalone second lien behind the first mortgage you keep.
  • A standalone first lien on a rental with no mortgage.

It is never closed with a purchase, never a third lien, and never a line on your own home or a second home. Vesting in your LLC is allowed, the members sign as guarantors, and the borrowers on the line need not match the borrowers on the first mortgage. All of this is subject to lender program eligibility.

How Does Underwriting Treat a Rental Step by Step?

Underwriting tests the rent against a stress payment, then checks credit, equity and the property. Your return is not part of it. The lender’s own calculation governs, so treat the steps below as the shape of the review, not a quote.

1. The rent is set. The lender uses the lesser of the appraiser’s market rent (Form 1007) or your lease. A lease above market counts only with three months of receipts. A lease must be in place. On a two-to-four-unit property, at most one unit can be vacant.

2. The payment is stressed. The test payment is a fully amortizing payment on the entire credit limit, at the start rate plus 2 percentage points. It is not based on what you draw. A $300,000 line is tested as if fully used.

3. Coverage is measured. Gross monthly rent divided by that qualifying payment must reach at least 1.10x. On a second lien, the lender’s own coverage calculation governs how the first-mortgage payment is treated.

4. Credit is checked. A second lien needs a 720 score or better. A first lien needs 700 or better. The tier comes from the lender’s own report.

5. Value is set. More on valuation below.

Picture a four-unit building with rent that clears the test at about 1.3x. The owner’s return shows a small net loss because of depreciation. On this program, that loss does not enter the calculation. On an income-qualified HELOC, it would count against the owner.

What Are the Structures and Terms?

The leverage you can reach depends on lien position and credit tier. Here are the ceilings across the program, through select lenders and subject to underwriting. They are limits, not offers.

Lien Credit tier Maximum leverage
Second lien (lines to $500,000) 740 or better 70% CLTV
Second lien (lines to $500,000) 720 to 739 70% CLTV
First lien (lines to $500,000) 740 or better 75% LTV
First lien (lines to $500,000) 700 to 739 70% LTV
First lien (lines above $500,000 to $1,000,000) 720 or better 65% LTV

CLTV means the first-mortgage balance plus the new line, divided by value. Below a 720 score there is no second-lien option. A declining-market flag can lower the ceiling, and Philadelphia lines carry a lower ceiling as well.

Line size and draws. Lines start at $50,000. At least 80% of the line, and never less than $50,000, is drawn at closing. Later draws are at least $5,000 each. This matters if you wanted a standby line you rarely touch. Most of it funds up front.

The clock. You get a 5-year interest-only draw period on the drawn balance. A 25-year fully amortizing repayment period follows, for a 30-year maturity. The rate is variable.

Exposure. A borrower can have at most 5 loans or $2,500,000 with the program. No reserves and no cash to close are required, subject to underwriting.

What Documents Still Apply?

No traditional personal-income documentation does not mean no paperwork. The rent, the lease, the credit report and the valuation are all documented. What drops out is the personal income file.

Expect to provide:

  • A signed lease for the property
  • The first-mortgage statement, if you are adding a second lien
  • Hazard insurance covering both liens, plus flood coverage where required
  • Identification and, if title is in an LLC, entity documents
  • A credit report, pulled by the lender
  • A valuation

Left out of the calculation: tax returns, W-2s, pay stubs and a debt-to-income ratio. The line is reviewed on the rental’s income: no traditional personal-income documentation, W-2s or personal income calculation, subject to lender guidelines.

Valuation. Lines up to $400,000 use an automated valuation (confidence score of 85 or better) with a property inspection report, or a full interior appraisal. Lines above $400,000 need a full interior appraisal. Appraisal waivers are not accepted.

Seasoning is the waiting period between events. A rental bought or refinanced inside the last 6 months is not eligible (that clock runs from the last note date to the new note date), and the owner must have held title for 6 months (settlement date to note date).

Credit history rules are straightforward: no 30-day mortgage late in the last 12 months, and 48 months since a bankruptcy, foreclosure, short sale or deed-in-lieu.

Which Properties and Borrowers Are Outside This Program?

The program covers single-family homes, PUDs, townhomes, two-to-four-unit properties, warrantable and non-warrantable condominiums, and lots up to 10 acres. Several property types are out:

  • Rural-designated property
  • Row homes and condotels
  • Commercial, agricultural and mixed-use property
  • Leaseholds, land trusts and age-restricted communities
  • Hobby farms, modular and log homes, and land contracts
  • A property listed for sale in the prior 2 months
  • A property with a solar lien

Borrowers must be US citizens, permanent residents, or non-permanent residents with a Social Security number. Foreign nationals and ITIN borrowers are not eligible. The program is available in Alabama, California, Colorado, Florida, Georgia, Indiana, Michigan, Montana, New Mexico, North Carolina, Ohio, Pennsylvania, Texas, Virginia and Washington. That is 15 of Lendmire’s 16 licensed states, every licensed state except Tennessee.

What Does “Best” Mean for Your Situation?

The best program for your situation depends on lien position, title, equity and coverage, not on a brand name. Different lenders in a wholesale network write different guidelines, which is why a broker shops the file instead of pitching one product.

Here is how the choice usually breaks down.

Your situation Likely best fit What to watch
Good first mortgage you want to keep DSCR HELOC, second lien 70% CLTV cap; 720 score minimum
Rental owned free and clear DSCR HELOC, first lien 75% LTV only at 740+; 65% on lines above $500,000
Property held in an LLC Either lien, LLC vesting Members sign as guarantors, subject to program terms
Strong bank deposits, weak rent Bank statement program Different test; rent shortfall matters less
Strong documented income Personal-income HELOC Schedule E losses can count against you

If you want to see the alternative side, Lendmire’s piece Best Bank Statement HELOC Program When Your Tax Returns Show Almost No Income covers what a deposit-based review looks for.

Be honest about the tradeoff. A DSCR line is the wrong tool if the rent cannot clear the 1.10x test on a stressed payment for the full credit limit. A bank statement program tests deposits instead. A DSCR cash-out refinance replaces your first mortgage rather than sitting behind it, which hurts if the existing first mortgage is one you want to keep.

How Do the Alternatives Compare?

Three products often get confused. The table describes each as a type of program, not as this program’s rules.

Factor DSCR HELOC Bank statement HELOC DSCR cash-out refinance
What is tested Rent vs. stress payment Deposit history Rent vs. new payment
First mortgage You keep it You keep it Replaced
Structure Revolving line Revolving line One new loan
Best when Rent is strong, first mortgage is good Deposits are strong You want to reset the debt

For the structure of a cash-out option, see Lendmire’s overview of DSCR cash-out refinance.

Where Does the Rule Break?

Four edge cases trip people up.

Income-based “investment HELOCs.” A bank product that asks for tax returns is reviewed on income. An excessive paper loss on Schedule E can reduce your qualifying income there. That is the version a rent-qualified line avoids.

Business purpose. DSCR lines are for investment properties, not your own home. Because they are business-purpose investor loans, they are reviewed differently from a standard owner-occupied mortgage. This line is never offered on an owner-occupied home.

Underreported income. If your return is low because income went unreported, not because of legitimate deductions, a rent-based line does not fix that. Talk to a CPA first. The loan does not erase a tax problem.

Personal liability. Guarantors still sign. A DSCR line removes the income calculation, not the obligation.

Tax treatment can depend on how the funds are used and how the property is held; borrowers should keep clear records and speak with a qualified tax professional before relying on any deduction.

What Does the Decision Look Like in Practice?

Start with three questions. Does the rent clearly cover a stressed payment on the full line? Do you want to keep your first mortgage? Does your credit reach 720 for a second lien or 700 for a first?

If all three are yes, a rent-qualified line is a strong candidate. If rent falls short, look at deposit-based or documented-income options.

A practical sequence:

1. Pull your lease and your first-mortgage statement.

2. Estimate the property’s value and your current balance to see where CLTV lands.

3. Check your score against the tier you need.

4. Confirm the property type is eligible.

5. Have a broker shop the file across the wholesale network.

Across our wholesale network, the strictest files get stuck on seasoning and property type, not on the coverage number. An owner who bought or refinanced five months ago often finds the file simply is not ready yet.

Key Terms Defined

DSCR (debt service coverage ratio): The rental’s gross monthly rent divided by the qualifying payment. This program wants at least 1.10x.

CLTV (combined loan-to-value): The first-mortgage balance plus the new line, divided by the property’s value.

Second lien: A loan that sits behind your first mortgage in repayment priority.

Draw period: The 5-year stretch when you pay interest only on what you have drawn.

Stress payment: A fully amortizing payment on the entire credit limit at the start rate plus 2 percentage points, used only to test coverage.

Seasoning: The waiting period required after a purchase or refinance before you can borrow again.

Frequently Asked Questions

Do I need tax returns for a DSCR HELOC?

No. The line qualifies primarily on property-level rental income covering the payment, subject to lender guidelines. Tax returns, W-2s, pay stubs and a debt-to-income ratio are not part of the calculation. You still provide a lease, credit, insurance and a valuation.

Can I hold the rental in an LLC?

Yes, in most cases, subject to program terms. The LLC stays on title as an investment property, and the members sign as guarantors. A title holder who is not a borrower signs a non-borrowing owner acknowledgment and the security instrument.

Does the line need to be fully drawn at closing?

Later draws are at least $5,000 each. Plan for most of the line to be in use from the start.

Is a bank statement program better than a DSCR line?

It depends on what is stronger, your rent or your deposits. A DSCR line tests the rental’s coverage. A bank statement program tests deposit history. A broker can compare both against your file.
