DSCR HELOC Rules in Texas for Landlords Told It Is Illegal

DSCR HELOC Rules in Texas for Landlords Told It Is Illegal

The Quick Read: A home equity line on a Texas rental is not illegal, because the strict Texas equity rules attach to a borrower’s homestead and not to a non-owner-occupied rental. The real limit is product availability, and a DSCR line qualified on rent is offered only through select programs, subject to underwriting.

  • The Texas homestead rules govern the owner’s own home, not a rental held as an investment.
  • A DSCR HELOC is a standalone second lien behind the first mortgage you keep, or a standalone first lien on a paid-off rental.
  • Rent qualifies the line at a minimum 1.10x on a stress payment over the whole credit limit. No personal income is calculated.
  • Leverage tops out at 70% combined loan-to-value on a second lien and 75% loan-to-value on a first lien, subject to credit tier and line size.
  • It is offered in 15 of Lendmire’s 16 licensed states, every licensed state except Tennessee, and Texas is one of them.

The Myth: “Equity Lines on Rentals Are Illegal in Texas”

The claim is false, and it has a traceable source. Texas protects a homestead from forced sale, and the state constitution lists the only liens that may attach to one. Article XVI, Section 50 of the Texas Constitution names home-equity loans as a narrow carve-out from that protection. The wording covers “the homestead of a family, or of a single adult person.” A rental you do not live in is not that.

Landlords hear “illegal” in one of two ways. Some ask a bank about equity in their own house and are correctly told no to the usual products. Others ask about a rental, get the homestead rules recited back, and walk away with a wrong answer. Same words, different collateral.

The Reality: Legal, but Scarce

Texas has no rule that bans a business-purpose line on a non-homestead rental. The restriction a landlord actually runs into is that few lenders write a line qualified on rent. Most investor equity tools are closed-end cash-out refinances. A line of credit on a rental is the rarer product.

That is a product question, not a legal one. Across the wholesale network, the DSCR HELOC exists as a specific program with specific limits. It is not a standard offering at a typical bank, and the sections below show what it requires.

What the Texas Homestead Rules Cover

The homestead rules protect the primary residence, and the equity provisions are the exception inside that protection. A Texas Legislative Council summary of home equity describes the home-equity line as a revolving account with draws and a credit limit tied to home value, and it names the Office of Consumer Credit Commissioner as the agency to contact. That document is old, so it is useful for the concept only, not for current limits.

The Texas Office of Consumer Credit Commissioner confirms a 12-day waiting period before a home-equity loan can close, counted after the borrower applies and receives the required disclosure. That clock belongs to loans secured by the homestead.

Question Owner’s homestead Non-owner-occupied rental
Governing rule Texas equity provisions apply Not triggered by the homestead rules
Waiting period 12-day wait before closing Lender’s own program terms
Cash-out on the home Treated as an equity loan Not a homestead transaction
Who sets the limits The constitution and state regulator The lender’s program guidelines
Main obstacle Strict statutory rules Finding a line product at all

Widely reported figures such as a combined-leverage cap on homestead debt come from lender and attorney explainers. Confirm them against the constitutional text before relying on them. They are homestead numbers and they do not carry over to a rental.

Why Business-Purpose Lending Is a Separate Track

DSCR loans are designed for non-owner-occupied investment properties. Because they are business-purpose investor loans, they are reviewed differently from a standard owner-occupied mortgage. That is why a line on a rental can qualify on rent while a home equity line on your own house runs through personal income and a statutory checklist.

Credit to acquire or improve a non-owner-occupied rental is treated as business-purpose credit. That is a different point from the Texas homestead rules, and the two should not be mixed up.

What a DSCR HELOC Is

A DSCR HELOC is a revolving line of credit secured by a one-to-four-unit rental you own and do not occupy. It is written in one of two lien positions:

  • A standalone second lien behind the first mortgage you keep. You do not refinance the first loan.
  • A standalone first lien on a rental that has no mortgage.

It is never closed with a purchase, never a third lien, and never a line on your own home or a second home. The LLC can stay on title, subject to program terms. The members sign as guarantors, and a title holder who is not a borrower signs an owner acknowledgment and the security instrument.

How Underwriting Treats It, Step by Step

1. Classify the collateral. The file starts with whether the property is a non-owner-occupied rental. A homestead is outside this program entirely.

2. Test the rent. Gross monthly rent is divided by a qualifying payment. That payment is a fully amortizing principal-and-interest payment on the entire credit limit at the start rate plus 2 percentage points. It is a stress payment. Taxes and insurance are not part of it.

3. Set the rent used for lender review. Rent is the lesser of the appraiser’s Form 1007 market rent and the lease, unless three months of receipts support a lease above market. A lease in place is required, and a two-to-four-unit property may have at most one vacant unit.

4. Clear the ratio. The minimum is 1.10x. How the first-mortgage payment enters the coverage calculation on a second lien is not something to assume. Confirm on the file how the lender treats it. The lender’s own calculation governs.

5. Check credit and history. The floor is 720 on a second lien and 700 on a first lien, taken from the lender’s own credit report. The file needs no 30-day mortgage late in the last 12 months and 48 months since a bankruptcy, foreclosure, short sale or deed-in-lieu.

6. Order the valuation. Lines up to $400,000 use an automated valuation with a property inspection report, or a full interior appraisal. Lines above $400,000 need a full interior appraisal. Appraisal waivers are not accepted.

7. Clear title and insurance. A full title policy is required on a first lien and on second liens above $400,000. Smaller second liens use an owner-and-encumbrance report. Hazard insurance covers both liens, with flood coverage where required.

The file is qualified on the rental’s income: no traditional personal-income documentation, W-2s or personal income calculation, subject to lender guidelines. The rent, lease, credit report and valuation are all documented.

Leverage and Line Structure

Leverage depends on lien position, and the labels matter. Second-lien figures are combined loan-to-value, meaning the first mortgage balance plus the new line, divided by value. First-lien figures are plain loan-to-value.

Position Credit score Maximum Line size
Second lien 720 or better 70% CLTV $50,000 to $500,000
First lien 740 or better 75% LTV Up to $500,000
First lien 700 to 739 70% LTV Up to $500,000
First lien 720 or better 65% LTV Above $500,000, to $1,000,000

These are ceilings subject to underwriting, not offers. Below 720 there is no second-lien tier. A declining-market flag lowers the ceiling by 5 points, and Philadelphia lines carry a ceiling 10 points lower, though that matters little for a Texas file.

A borrower who keeps a first mortgage can only take a second lien, which needs the 720 score. A first lien exists only on a rental with no mortgage.

Draws, Terms and Seasoning

Lines start at $50,000. At least 80% of the line is drawn at closing, and the closing draw is never less than $50,000. On the smallest lines that means the whole line is drawn at closing. Later draws are at least $5,000 each.

The draw period is 5 years, interest-only on the drawn balance. A 25-year fully amortizing repayment period follows, for a 30-year maturity. The rate is variable. The rate and pricing terms come with the lender’s disclosures.

Two six-month clocks apply. A rental bought or refinanced inside the last 6 months is not eligible (that clock runs from the last note date to the new note date), and the owner must have held title for 6 months (settlement date to note date).

There are no reserves and no cash-to-close requirement under the program. Exposure is capped at 5 loans or $2,500,000 per borrower with the program. Eligible borrowers are US citizens, permanent residents and non-permanent residents with a Social Security number. Foreign nationals and ITIN borrowers are not eligible.

Where the General Rule Breaks: Texas Edge Cases

A former residence turned rental. If the owner still claims or intends the property as a homestead, the homestead rules can still attach. Homestead status is a fact question under Texas law, so confirm it through title or counsel before the file goes in. A Texas homestead overview explains the protection in general terms, but it is not authority for any specific rule.

House-hacking or an owner-occupied multifamily. The unit you live in can be homestead. This program is for non-owner-occupied property only, so an owner-occupied building is outside it.

An LLC-titled rental. A bank line usually wants individual or trust title. This program allows the LLC on title, subject to program terms.

Acreage and rural property. The program allows lots up to 10 acres but excludes rural-designated property. Rural status and homestead acreage limits are separate questions from the loan rules, and they should not be blended.

Property types outside the line. Condotels, row homes, leaseholds, land trusts, age-restricted communities, hobby farms, modular and log homes, mixed-use and commercial or agricultural property are not eligible. A property listed for sale in the prior 2 months or carrying a solar lien is also out. Condominiums, warrantable or not, are eligible property types.

Your own homestead as collateral. Do not pledge your home to fund rentals without understanding the homestead equity rules and their penalties. A DSCR line is never written on an owner-occupied home.

DSCR HELOC or DSCR Cash-Out Refinance?

Most investors in this position choose between a line and a closed-end cash-out. They are different tools. A cash-out refinance replaces the existing first mortgage and pays out a lump sum, and it is reviewed on rent. The line leaves the first mortgage alone and gives access to equity in draws.

Factor DSCR HELOC DSCR cash-out refinance
Structure Revolving line Closed-end lump sum
Existing first mortgage Stays in place Replaced
Lien position Standalone second or first New first lien
Draws Later draws of $5,000 or more One funding
Rate behavior Variable Set by the program

The line fits an owner with a low-cost first mortgage worth keeping, who wants to draw in stages. The cash-out fits a borrower who wants one lump sum and does not mind replacing the first loan.

A bank line qualified on personal income is a separate product. It generally needs individual or trust title, and by one investor’s account a line can be frozen or reduced if credit or debt-to-income worsens. A line qualified on the property’s rent is built differently, but the same caution applies to any line you plan to rely on.

What Goes Wrong on These Files

Three things cause most of the friction.

Homestead status is unclear. A former primary residence with no clean record of when it stopped being a homestead slows the file. Settle it with title before ordering anything.

The coverage test uses the whole line. Investors size the test against the amount they plan to draw. The stress payment runs on the entire credit limit. A line that looks fine at a partial draw can miss 1.10x when tested at full size.

Seasoning is assumed away. A rental bought or refinanced recently gets kicked back. The settlement statement and the last note date decide it.

Documentation is the rest of the work: the lease, the Form 1007 rent schedule, entity documents if the LLC holds title, the insurance binder, and the title report. Clean documents give the lender fewer preventable gaps to review. Qualification stays subject to lender guidelines, credit approval and property review.

Key Terms Defined

DSCR: The debt service coverage ratio, which compares a property’s gross rent to its qualifying payment.

CLTV: Combined loan-to-value, the first mortgage balance plus the new line, divided by the property’s value.

Homestead: The primary residence a Texas owner lives in, which carries special lien protections under the state constitution.

Draw period: The 5-year stretch in which the line is interest-only on the drawn balance.

Standalone second lien: A line written behind a first mortgage the owner keeps, closed on its own and not alongside a purchase.

Form 1007: The appraiser’s market rent schedule, used to set rent used for lender review.

What the Decision Looks Like

Picture a Texas landlord with a rental held in an LLC, a first mortgage worth keeping, and a 740 credit score. The homestead rules do not touch the property, so the question becomes whether it fits the program. If the rent clears 1.10x on the stress payment over the full line and combined leverage stays within 70%, the second lien is a candidate, subject to underwriting. Terms vary by lender guidelines, property type, leverage, credit profile, and full file review.

Now take an owner whose rental was their home until recently. The first step is not the loan. It is confirming homestead status with title. A different owner with a rural-designated property is outside this program no matter how the rent looks.

The decision runs in order: collateral, then title, then coverage, then leverage, then valuation. Investors who skip the first two are the ones who hear that it is illegal.

Frequently Asked Questions

Is a DSCR HELOC illegal in Texas?

No. The Texas equity restrictions govern the homestead, not a non-owner-occupied rental. A rental line is a business-purpose product that follows the lender’s program guidelines. The practical hurdle is that few lenders offer one, and any line stays subject to underwriting.

Does the 12-day waiting period apply to a rental line?

Generally no. The 12-day wait is tied to home-equity loans secured by a homestead, so it does not govern a non-owner-occupied rental line. A rental line follows the lender’s own program terms, which require 6 months since the rental’s last note date and 6 months on title (settlement date to note date). A former homestead should be confirmed with title or counsel first.

Can an LLC hold title on a DSCR HELOC?

Yes, on investment property, subject to program terms.

How does seasoning work on this line?

Two six-month clocks apply: the line is not available on a rental bought or refinanced in the last 6 months (last note date to new note date), and title must have been held for 6 months (settlement date to note date).

Why would I pick a line over a cash-out refinance?

A line leaves your existing first mortgage in place and lets you draw in stages after the first draw. A cash-out replaces the first loan with a lump sum. Which fits depends on the first mortgage you hold, how much you need, and when.
