What “DSCR” Actually Measures

DSCR stands for debt-service coverage ratio. It’s a simple fraction: the property’s monthly rental income divided by its full monthly housing obligation, including principal, interest, taxes, insurance, and any HOA dues. A ratio of 1.00 means the rent exactly covers the payment. Above 1.00 means cushion. Below 1.00 means the rent falls short and the file needs a different structure to work.

DSCR loans are business-purpose loans for investment properties that owners don’t live in. Because they’re built for investors, not owner-occupants, lenders review them under different rules than a standard mortgage. There are no personal income documents and no debt-to-income calculation based on the borrower’s household budget. Instead, the property itself carries the loan on paper.

How Underwriting Actually Treats STR Income, Step by Step

The mechanics follow a set order, and skipping a step is where luxury files run into trouble.

Step one: the appraiser decides if nightly rental is even the right use. Before any income number gets pulled into the file, an appraiser working a short-term rental has to ask whether nightly use is the property’s best use or a temporary one layered on top of a long-term-rental asset. This “highest and best use” call shapes everything that follows, and it matters more on unusual luxury properties than on a standard three-bedroom rental.

Step two: pick the documentation lane. Three lanes exist, and which one applies depends on the property’s history. A brand-new acquisition with no booking history leans on a market-data projection or an appraiser’s short-term-rent analysis. A property already operating as a rental can use trailing booking statements. And some files fall back on a plain long-term market-rent number pulled the same way a conventional appraisal would pull it — a number that tends to run lower than a nightly-rental projection, because it assumes the home is leased on an annual basis instead of by the night.

Step three: the appraisal form itself wasn’t built for this. The standard single-family rent schedule that appraisers use for long-term leases doesn’t have a clean way to capture nightly income, occupancy swings, or the operating expenses that come with running a short-term rental. Fannie Mae itself has acknowledged this gap in its own guidance to appraisers, noting that its selling guide is largely silent on how short-term rental income should be treated. That silence doesn’t govern DSCR files directly — DSCR loans sit outside agency selling guides entirely — but it explains why the appraisal side of a luxury STR file often looks more conservative than the booking data suggests.

Step four: separate the real estate from the furniture and the business. This is the rule that trips up the most files. An appraiser valuing the real property has to strip out furniture, fixtures, and equipment, and can’t fold pure business income into the value of the dirt and the structure. A state consumer-protection office makes the same point from the appraiser-ethics side: pulling short-term-rental comparables without isolating the real-estate-only piece can run afoul of the appraisal profession’s competency standards. For a luxury property with a designer interior and a pool house full of amenities, that separation isn’t a footnote — it’s a real chunk of perceived value that never makes it into the loan number.

Step five: unique luxury assets sometimes need a different valuation method entirely. A custom waterfront estate or an architecturally distinctive property may have too few comparable sales for a normal income approach. Appraisers sometimes lean on land value plus the depreciated cost of the improvements instead — useful when comps are thin, but it doesn’t capture the income premium a well-run luxury STR can command.

Step six: local permits and zoning get folded into the review. Whether the property can legally operate as a short-term rental at all becomes part of the appraisal and the loan file, not a separate afterthought.

The Structures and Variations That Actually Exist

Leverage steps down as loan size climbs, and everything above $4,000,000 gets reviewed case by case before submission — never a flat “up to” number.

For short-term rentals specifically, most programs in the network cap the loan at $2,000,000 and want a coverage ratio of 1.00 or better. The income side is documented one of two ways: twelve months of operating history on a refinance, or the appraisal’s short-term-rent analysis on a purchase — and in either case, that income is typically read at roughly 80% of gross booking revenue, not the full top-line number. These programs generally want an experienced investor, meaning someone who has owned income property for at least twelve of the last thirty-six months.

Coverage below 1.00 isn’t automatically dead. Select programs in the network will look at ratios in the 0.75 to 0.99 range up to $2,000,000, but leverage and terms adjust downward to compensate — this isn’t a full-leverage path. A handful of lenders will also consider no-ratio qualification up to $2,000,000, where the coverage number effectively isn’t the deciding factor, but that path requires a seven-year clean housing-payment history and a clean 24-month track record, and it’s never offered on the short-term-rental income path itself.

Interest-only structuring shows up often on luxury files. You can get a 120-month interest-only period on a 30- or 40-year term, up to 75% LTV, as long as coverage clears roughly 0.75x on an interest-only-qualified basis. This works well for investors who want strong cash flow rather than paying down principal early.

Reserve requirements typically equal six months of the full monthly payment (or the interest-only portion, if the loan is structured that way) held for the subject property. That requirement rises to twelve months for a first-time investor. Above $2,000,000, two separate appraisals are typically required. This matters a lot for luxury files, since one appraiser’s choice of comparable properties can swing the value significantly.

Where the General Rule Breaks

A handful of situations don’t follow the standard playbook cleanly.

Blended-use buildings. A small multi-unit property where some units run nightly and others sit on annual leases doesn’t fit neatly into either income lane. These typically get underwritten on a blended rent roll that mixes both income types rather than forcing the whole building into one bucket.

Local STR legality overrides the income math entirely. Cities and counties regulate short-term rentals in wildly different ways — some cap the share of housing units that can hold a permit, some restrict rentals to a host’s primary residence, some limit unhosted nights per year. Short-term rental rules can vary by city, county, HOA, and property type, so investors should confirm local rules before relying on projected rental income. Municipal permission has to be documented for the specific property in question — it’s never assumed just because a neighboring listing operates one.

Vacant or newly converted properties. A property with no rental history yet can still qualify using an appraiser-supported market-rent estimate, but vacancy tends to affect reserves, LTV, and how the appraisal gets reviewed.

Condotels and non-warrantable condos. Resort-market luxury units are often structured as condotels, which shrinks the pool of true comparables even further. These typically max out around 75% purchase / 65% refinance and a $1,500,000 cap, often with a cash-in-hand requirement layered on top. Non-warrantable condos generally follow a similar 75% / $1,500,000 ceiling.
