Rental HELOCs for a Lock-in Landlord Whose Returns Understate Income

Rental HELOCs for a Lock-in Landlord Whose Returns Understate Income

The Quick Read: A rental HELOC lets you borrow against equity while your cheap first mortgage stays untouched. The catch is that a HELOC qualifies the borrower, not the rent. Your filed returns, credit, and debts drive the decision, and depreciation can make a profitable rental look thin on paper. Subject to lender guidelines, the path depends on how much your returns hide and how the property is titled.

  • An investment-property line through our wholesale network tops out at 70% combined loan-to-value (CLTV) and $500,000, with a 700 credit minimum.
  • Title must sit with you or your revocable living trust. An LLC cannot hold it.
  • The debt-to-income (DTI) cap is 50%, measured on the interest-only payment at the full line.
  • If returns and DTI don’t work, a DSCR cash-out qualifies primarily on property-level rental income covering the payment, but it replaces your low first mortgage.

Why Do Your Returns Show Less Income Than You Earn?

Depreciation is the main reason. The IRS lets you write off a residential rental on a 27.5-year straight-line schedule, and land is excluded, per IRS Publication 527. That deduction is non-cash. No money leaves your account, yet taxable rental income drops.

Editable Equity Scenario

How large a line the equity supports.

An equity line is sized by combined loan-to-value, occupancy, and credit — not by rental coverage. Switch the occupancy or the credit band and the ceiling moves with it.

70%Max combined LTV, this tier
$500K maxLine cap, this tier

Investment-property lines require a 700 minimum credit score; second-home lines start at a 640 minimum and primary-residence lines at 600, and the combined-LTV ceiling steps down as the credit band drops on primary-residence and second-home lines and holds on investment-property lines; the line cap steps down on primary-residence lines and holds at every tier on investment-property and second-home lines.

A debt-to-income ratio above 45% requires 680+ credit. Profiles under 640 are limited to single-family homes. At least 75% of the approved line is drawn at closing. Ceilings, floors, and caps update from Lendmire’s centralized guideline source.

Illustrative estimate only — not a quote, Loan Estimate, approval, or commitment to lend. The rate is an editable assumption; equity-line pricing is variable through both the draw and repayment periods and never converts to fixed. Occupancy and credit drive the ceiling together: an investment property tops out at 70% combined LTV (minimum credit 700, line cap $500,000); a second home tops out at 90% combined LTV (minimum credit 640, line cap $500,000), with the ceiling stepping down as the credit band drops (the cap holds at every tier); a primary residence tops out at 90% combined LTV (minimum credit 600), and its $750,000 maximum line is available only at 75% combined LTV or below with a 700-or-better credit profile (720 on the longer-runway program) and a full appraisal. Lines above $500,000 require a full appraisal. Credit, debt-to-income, property type, and full underwriting review all affect the final line.

So your Schedule E can show a small profit, or a loss, on a property that deposits real cash every month. Repairs are deducted in full, and improvements get capitalized and depreciated. Mortgage interest, taxes, and insurance also reduce the bottom line.

Nothing about that is wrong. It is a good tax return. It is also a poor borrowing document for any lender that underwrites around that return.

Why Does Lock-in Make a Line Behind the First Mortgage Attractive?

If your first mortgage was set when borrowing was cheap, a cash-out refinance means giving it up. A HELOC sits beside it as a second lien and leaves the first loan alone. Our network also places standalone lines in first-lien position, but the lock-in case is the second-lien case.

You are not alone in this. HousingWire reports that U.S. homeowners hold $34.9 trillion in equity, with about $11 trillion tappable, and nearly 79% of mortgage holders carry rates below 6%. Tapping equity without touching the first loan is the logical response.

What Is a Rental HELOC, Mechanically?

A HELOC is an open-end line of credit. The CFPB describes a draw period when you can borrow repeatedly, followed by a repayment period when you can’t. Payments often rise at repayment, and the rate is usually variable.

On the investment lines we place, one structure exists: a 5-year interest-only draw followed by a 25-year fully amortizing repayment. At least 75% of the line is drawn at closing. Pricing floats through both periods and never converts to fixed. Later draws after closing carry a $1,000 minimum in most states.

That draw requirement matters for your plan. You are borrowing most of the line on day one, so size it to what you will use.

How Does Underwriting Treat Your Income, Step by Step?

Here is the sequence a lender follows on a rental HELOC.

1. Equity room. Value times the CLTV cap, minus every existing lien, sets the maximum line. On an investment property, the cap is 70% CLTV.

2. Credit. A 700 score is the minimum on an investment line. A score of 720 and a score of 700 both reach the same 70% ceiling, so credit above 700 buys eligibility, not leverage.

3. Income. The lender reads income the way your documents show it. For a landlord, the Schedule E from your tax filing feeds the calculation.

4. DTI. The new line is added to your existing debts and tested at a 50% maximum. The payment used is interest-only on the maximum draw, not on what you have drawn so far.

5. Valuation. Investment lines cap at $500,000, so the value check is ordinarily automated, with no traditional appraisal. You can still request a full appraisal.

6. Title and property. Title must be held by you individually or by a revocable living trust.

Rent is not a coverage figure in this sequence. That is the biggest difference from a DSCR loan.

What Changes If Your Business Income Is Thin on Paper?

Where returns understate income, some programs in our network can read business bank-statement deposits instead. That analysis needs a 680 minimum, but an investment line already floors at 700. So on an investment line, bank statements are never the limiting factor.

What documentation relief does not fix is everything else. The credit floor, the 70% CLTV cap, the 50% DTI limit, and the $500,000 line ceiling all still apply. Lenders also count the mortgages on your other rentals in your debt picture. Where Does the General Rule Break?

These are the edge cases we see most.

  • Property held in an LLC. An LLC cannot hold title on a HELOC. Corporations, partnerships, and irrevocable, blind, or land trusts are out too. You can re-vest title to yourself or a revocable trust, which costs you the liability separation. Or you can use a DSCR cash-out, which allows entity title subject to lender program eligibility. Lendmire’s article Rental HELOCs for LLC and Trust Owners: What Replaces Tax Returns walks through that choice.
  • Heavy depreciation or cost-segregation returns. Accelerated deductions can produce paper losses that cut qualifying income. Don’t skip depreciation to look better to a lender. The IRS treats it as taken either way, and recapture applies at sale. A CPA should weigh in before you change anything.
  • Vacant or between-tenant rental. The HELOC is borrower-underwritten, so no lease or rent roll is normally needed.
  • Property types. Single-family, 2-4 unit, PUD, townhome, and condominium, including non-warrantable, are eligible. Manufactured homes, co-ops, condotels, log homes, commercial, mixed-use, and agricultural zoning are not offered.
  • Many properties. A borrower is limited to three lines, and an owner of more than 15 financed properties is not eligible.
  • Listed property. In Indiana, North Carolina, Pennsylvania, Tennessee, Texas, and Washington, a property listed for sale, or listed in the past 60 days, is ineligible.
  • Past credit events. A bankruptcy needs 4 years of seasoning from discharge or dismissal. On investment files, foreclosure needs 7 years, and a deed-in-lieu, pre-foreclosure, or short sale needs 4.
  • Primary-residence HELOC funding a rental. The collateral is your home, so owner-occupied rules apply, and the risk lands on that house. On a primary residence, the ceiling reaches 90% CLTV only at a 720-or-better credit profile. A Texas primary residence is a homestead capped at 80% combined loan-to-value.

Availability is also narrower than our DSCR footprint. These lines are offered only in the 16 states where Lendmire is a full-service mortgage broker: AL, CA, CO, FL, GA, IN, MI, MT, NM, NC, OH, PA, TN, TX, VA, and WA.

HELOC or DSCR Cash-Out: Which Fits Which Landlord?

Run both tests before you choose. One asks whether you earn enough on paper. The other asks whether the property earns enough on its own.

Situation Keep first + HELOC Replace first with DSCR cash-out
Qualifying income Borrower’s documented income Property rent vs. payment
First mortgage Stays in place Replaced
Title You or revocable trust LLC allowed, per program terms
Size ceiling $500,000 on investment Up to $3,000,000 on standard programs
Leverage 70% CLTV on investment Around 75% LTV on cash-out

A DSCR cash-out compares rent to the full payment: principal, interest, taxes, insurance, and any association dues. Many programs start at 1.00 coverage, and stronger ratios open better terms. Coverage below 1.00 is a separate path, available through select lenders in the network, with leverage and terms adjusted. Cash-out typically wants about 6 months of seasoning and a 660 credit score on most programs, with 700 and up unlocking the strongest tiers.

Clearing 1.00 does not mean positive cash flow, because repairs, vacancy, and management sit outside the calculation. The complete DSCR loans guide covers the full mechanics.

The trade is plain. A HELOC protects your low first mortgage but needs personal income and a variable-pricing line. A DSCR cash-out frees you from the personal-income hurdle but replaces that first mortgage.

How Does the Decision Play Out in Practice?

Picture a landlord with three rentals, a low-rate first mortgage on one, and returns that show almost no net income. Depreciation did that, not weak tenants.

If credit sits at 700 or better, DTI stays under 50% on the full-line payment, and the equity clears a 70% CLTV cap, the HELOC is worth pursuing. If the DTI math fails, the property’s rent may still carry a DSCR file, and the real question becomes whether the old first mortgage is worth more than the cash-out.

Sequencing matters. Draw funds before going under contract on the next purchase, because the purchase lender will trace the source of your down payment. Also remember the line can be reduced or frozen, so treat it as capital, not an emergency reserve.

Tax treatment can depend on how the funds are used and how the property is held. Keep clear records and speak with a qualified tax professional before relying on any deduction.

Key Terms Defined

CLTV (combined loan-to-value): Your first mortgage plus the new line, divided by the property’s value.

DTI (debt-to-income): Your monthly debts divided by your monthly income.

Draw period: The stretch when you can borrow from the line, paying interest only on this program.

DSCR (debt service coverage ratio): Monthly rent divided by the full monthly payment on the property.

Add-back: A non-cash expense, such as depreciation, a lender adds back to tax-return income.

Second lien: A loan that sits behind your first mortgage and leaves it unchanged.

Frequently Asked Questions

Can I use rent to qualify for a rental HELOC?

Generally not. A HELOC reads the borrower, so qualification comes from credit, documented income, debts, and equity. If the property’s rent is your strongest asset, a DSCR cash-out is the loan built around it.

Will a HELOC change my first mortgage?

No. It is a separate loan, and your first mortgage keeps its terms. The line carries its own floating pricing.

Can my LLC take out the HELOC?

No. Title must be held by you or a revocable living trust. A property already deeded to an LLC needs a vesting change, or a DSCR cash-out that allows entity title subject to lender program eligibility.

What is the largest line on an investment property?

$500,000, at up to 70% CLTV, with a 700 credit minimum. Lines above $500,000 are primary-residence only.

Should I stop claiming depreciation to look better to lenders?

No. Depreciation is treated as taken whether you claim it or not, and recapture applies at sale. Talk to a CPA before changing how you file.
