Can a DSCR Loan Take Out a Twelve-Month Hard Money Note Early?

Can a DSCR Loan Take Out a Twelve-Month Hard Money Note Early?

The Quick Read: Usually, yes: a DSCR loan can pay off a twelve-month hard money note before maturity, as long as the old note allows an early payoff, the new lender’s waiting period is met or avoided through a payoff-only structure, and the appraised value and the rent both support a loan large enough to cover the payoff. Nothing about a twelve-month term locks you in for twelve months. The old note and the new loan’s rules decide the timing. Approval stays subject to lender guidelines and full file review.

  • The note rules first. Hard money loans we place typically carry no prepayment penalty, but a note from another source can carry a minimum-interest clause. Read yours.
  • Payoff-only versus cash-out. Cash back to you triggers a waiting period of about 6 months from title recording. A payoff-only refinance generally does not.
  • Two tests, both required. The appraised value and the rent coverage each cap the loan. The lower cap wins.
  • Early costs more than it looks. The new DSCR loan may carry its own prepayment schedule, and a second closing adds cost.

Key Terms Defined

Seasoning is the waiting period a lender wants between buying a property and refinancing it with cash back. Payoff-only refinance means the new loan covers the old payoff and closing costs and returns no cash. Cash-out refinance means any cash comes back to you at closing. Per diem is the daily interest a lender charges until the payoff lands. Prepayment penalty is a fee for paying a loan off before an agreed date. DSCR is the debt service coverage ratio: monthly rent divided by the full monthly housing payment, meaning principal, interest, taxes, insurance, and any HOA dues.

What Does “Early” Mean on a Twelve-Month Note?

Early means any payoff before the maturity date. The maturity date is a deadline, not a lock-in. Nothing legally stops a new first-lien loan from paying off the old one, because the payoff is simply a refinance and the old lien is released at closing.

Where the exit lands on the note matters, though. Here is how the months usually play out:

Months into the note What usually happens Main constraint
1-3 Rehab still underway Unfinished work, no lease
4-6 Work done, lease-up Minimum-interest clause, seasoning
7-9 Stabilized, rent proven Appraisal and coverage
10-12 Maturity approaching Extension or tight deadline

The sweet spot for many investors is the middle of that table. The work is finished, a tenant is paying, and the seasoning clock has run or doesn’t apply. Exit before the work is finished and the DSCR loan has nothing stable to size against.

DSCR loans are designed for non-owner-occupied investment properties. Because they are business-purpose investor loans, they are reviewed differently from a standard owner-occupied mortgage. That is why your rent, not your pay stub, drives the file. It qualifies primarily on property-level rental income covering the payment, subject to lender guidelines.

Payoff-Only or Cash-Out? This Decides the Waiting Period

Payoff-only is the cleaner early exit. Across the wholesale network we place files with, a refinance that returns cash is treated as cash-out. That brings lower leverage and about 6 months of seasoning, measured from title recording. A payoff-only refinance returns nothing, so lenders generally treat it as rate-and-term and the cash-out wait doesn’t apply.

Factor Payoff-only Cash-out
Cash back to you None Yes
Waiting period Generally none About 6 months from title
Leverage on an investment property Higher than cash-out, capped by the lender’s program limits Lower than payoff-only, capped by the lender’s program limits
Value basis Appraisal Appraisal
Best fit Bridge expiring, equity not needed yet Equity to recycle into the next deal

Those leverage figures are program ceilings that vary by lender, credit, and property. Short-term-rental collateral generally sits lower, so confirm which category your property falls in. And “generally none” is not “never.” Lenders word the start date and the exceptions differently, so get each lender’s seasoning language in writing before you order an appraisal.

One more wrinkle. Some lenders will close inside the waiting period but size the loan on cost basis, meaning purchase price plus documented rehab, instead of appraised value. That can leave the payoff covered while the equity you created stays trapped. Not ideal if you planned to recycle it.

The Three Tests, in Order

Test one: timing. Is the note’s minimum-interest period behind you, and does the new loan’s seasoning rule apply? Both are about dates, and both can be checked before you spend a dollar.

Test two: value. The lender’s appraisal sets the value cap. Your own after-repair estimate is a planning number, not an underwriting input. A low appraisal can trap capital, which is one way a good rehab can still stall at the exit.

Test three: rent coverage. The lender divides monthly rent by the full housing payment. For many select programs, 1.00 is where coverage starts. A separate path through select lenders in the network goes below 1.00, with leverage and terms adjusted. Stronger ratios open better pricing and leverage.

The loan is the lower of the value-based amount and the rent-based amount. Strong rent doesn’t fix a value shortfall. A strong appraisal doesn’t fix thin coverage. A strong DSCR also doesn’t waive seasoning, because coverage and seasoning are separate tests.

Also keep this straight: clearing 1.00 does not mean the property cash flows. Repairs, vacancy, management, utilities, and capex all sit outside the ratio.

Credit and cash matter too. A 620 score is a floor in parts of the network, most programs want around 660, and 700 or better unlocks the strongest leverage. Reserves commonly run about 6 months of PITIA (principal, interest, taxes, insurance, and HOA dues), stepping up to about 9 months on loans above $1,500,000. Standard programs run up to $3,000,000.

A Worked Example (Percentages and Ratios Only)

Run it as a modeled scenario, not a market fact. Say the hard money payoff, with accrued interest and closing costs, equals 70% of what the lender’s appraisal ultimately supports, and rent covers the new payment at about 1.2x.

That file passes both tests. On a cash-out request, the 75% ceiling leaves only about five points of value before costs. In other words, there’s room to pay off the note, little cash left over. The honest choice may be payoff-only now and a cash-out later, once the seasoning clock has run.

Now change one input. Same payoff, same appraisal, but rent covers the payment at only 0.85x. The rent test now caps the loan below the payoff. Options a lender may review include bringing cash to close, stronger rent evidence, a sub-1.00 program through select lenders (with leverage and terms adjusted), or an extension on the old note. Qualification stays subject to lender guidelines, credit approval, and property review.

Notice what changed the outcome: rent, not value. Check both numbers before you commit.

What Does Leaving Early Cost?

Leaving early costs the old note’s exit terms, the daily interest, the new loan’s closing costs, and possibly the new loan’s own prepayment schedule. Add them up before you decide.

The old note. Check the maturity date, any extension terms, exit fees, and any minimum-interest clause. If the note charges a minimum of interest through a set month, paying off sooner still owes the difference. Align your payoff date with that mark. On the hard money loans Lendmire arranges, terms typically run 6 to 18 months, interest-only, with no prepayment penalty, though that varies by lender, property, and experience. Whatever you signed controls.

Request a written payoff statement with a valid-through date. Interest accrues daily, so every month spent waiting on seasoning adds to the payoff.

The new loan. DSCR notes often carry a prepayment schedule. A practitioner-written guide describes a common step-down structure where the penalty shrinks each year. Weigh that against your intended hold period, especially if you plan to refinance again for cash soon.

The two-step path. Payoff-only now, cash-out after seasoning. You pay closing costs twice. The second step earns its keep only when the extra cash outweighs that second closing. Tax treatment varies; consult a qualified professional.

DSCR vs. conventional financing

There are two common ways to finance an investment property, and they qualify you differently — here’s how investors weigh them.

DSCR loan

Why investors choose it

  • Qualifies on the property’s rental income — no personal tax returns, W-2s, or pay stubs needed to document income.
  • No personal debt-to-income ceiling to clear, so existing mortgages and obligations don’t cap your borrowing the same way.
  • Can be closed in an LLC, keeping the property inside a business entity.
  • Built for scaling — not held to the limit on number of financed properties that conventional financing applies.
  • Underwriting centers on the deal: generally qualifies when the rent covers the payment, a 1.00x coverage ratio being a common baseline (confirmed in underwriting).
  • Designed specifically for investment property, including long-term and, where the program allows, short-term rentals.
Conventional loan

Where it’s strong

  • Often the lowest ongoing financing cost for a buyer who fully qualifies on personal income — a fit for a first property or a cost-first purchase.

Trade-offs for investors

  • Requires full personal income documentation and must fit within a debt-to-income limit — salary, existing debts, and other mortgages all count.
  • Typically held in your personal name rather than a business entity.
  • Caps how many financed properties you can carry, which can become a ceiling as a portfolio grows.
  • Evaluates you as a borrower as much as the property, which usually means more paperwork.

How investors usually choose: a first or single property often optimizes for the lowest financing cost; portfolio builders often optimize for leverage, vesting in an LLC, and scaling past conventional caps. The right answer depends on your goals, the property, and current guidelines — both paths run through select lenders in Lendmire’s wholesale network, with eligibility and terms confirmed in underwriting.

How an Agency Lender Would Treat This

DSCR lenders set their own clocks, so agency rules don’t govern your file. They’re still a useful contrast. Fannie Mae’s guide measures title seasoning to the disbursement date of the new loan. Its delayed financing exception requires an arm’s-length purchase and a settlement statement showing no mortgage financing was used. A hard money loan secured by the property is financing, so that exception generally fails for hard money purchases. Any DSCR version of an early-cash-out exception is lender-specific.

Go, Pause, or Pivot?

Your situation Likely move
Work done, leased, rent covers payment, equity solid Go: payoff-only, or cash-out if seasoned
Work done, no lease yet Pause: finish lease-up first
Maturity close, seasoning not cleared Extend while performing, or payoff-only
Appraisal short or coverage thin Pivot: cash to close, paydown, or sub-1.00 path
Numbers don’t work anywhere Sell

What Can Go Wrong

Symptom Why it happens Fix
Appraisal short Your after-repair estimate was too high Cash to close or smaller loan
Payoff exceeds new loan Value or rent cap binds Paydown, extension, or sale
No lease or deposits Lender can’t verify rent Finish lease-up, document deposits
Seasoning not met Cash-out requested too soon Switch to payoff-only
Payoff statement delayed Old lender slow to respond Request it early

Missing lease and deposit records are a common stall. So is an old lender who takes time to produce paperwork. Start those requests before you need them. Entity vesting and property type can also change the exit. LLC borrowers are subject to lender program eligibility, and short-term-rental collateral carries its own leverage tiers. Manufactured homes, log homes, and barndominiums are not offered in the network’s DSCR programs at all.

The Document Package

Most files ask for the payoff statement, the original purchase settlement statement, draw history and invoices, a signed lease with proof of deposits, and insurance. Title wires the payoff directly to the hard money lender and records the lien release. Anything left over goes to you.

If you are leaving hard money for long-term rental financing, the hard money exit refinance program page covers that path. Lendmire’s complete DSCR loans guide covers the loan type more broadly.

Frequently Asked Questions

Can I pay off a hard money note early with a DSCR loan?

Usually yes, when the old note permits it and the new loan can be sized large enough. Your rent coverage and the lender’s appraised value both have to support the payoff. Eligibility stays subject to lender guidelines and full file review.

Is there a penalty for paying hard money off early?

It depends on the note. Many short-term rehab notes carry none, while some carry a minimum-interest period. Read the prepayment and exit-fee language and request a written payoff statement before you plan a date.

Does the DSCR loan have its own penalty?

Often, yes. DSCR notes commonly carry a prepayment schedule that steps down over time. Ask for it in writing, and compare it to how long you plan to hold the property.

Does the waiting period apply to a payoff-only refinance?

Generally not. The roughly 6-month seasoning period, measured from title recording, applies to cash-out requests. Each lender words its start date differently, so confirm before ordering an appraisal.

What if the note matures before I’m seasoned?

You have four common moves: an extension while the loan is still performing, a payoff-only refinance, cash to close, or a sale. Start the conversation well before maturity so you still have choices.

Next Step

If you are buying, rehabbing or refinancing an investment property on a short timeline and want to see how the numbers work, Lendmire can help you compare hard money options based on the project, the exit plan, leverage, and your goals. Nothing here is a commitment to lend, and every file is underwritten individually. Rental coverage and equity are separate tests, and the strongest exits clear both well before the note comes due.
