How a Hard Money Lender Tests a Family Lease Against Market Rent

How a Hard Money Lender Tests a Family Lease Against Market Rent

The Quick Read: The lease-versus-market-rent test belongs mainly to DSCR underwriting, not to the hard money loan itself. A hard money lender sizes the loan on project cost or value, so a family lease rarely decides that loan, but it can decide the long-term refinance you plan to use as your exit.

  • Market rent is set by an independent appraiser, not by you and not by your lease.
  • Many DSCR programs count the lower of the signed lease and the appraiser’s market rent.
  • A family lease below market lowers the rent counted, and a lease above market earns nothing extra.
  • Some programs bar related-party tenants outright, so check the rule before you order the appraisal.
  • Clearing the coverage test is an underwriting result, not proof of positive cash flow.

Where Does a Hard Money Loan Look at the Lease?

Mostly it doesn’t. A hard money lender focuses on the property, the plan, and the exit. Leverage is tied to cost or value, and the lease is a side note.

Editable Deal Scenario

What this loan actually costs to carry.

Hard money is sized against the project and priced by time. Enter the deal and see how much the program will lend, the cash required at closing, the carry while you hold it, and what is left at the exit.

Leverage tiers on the current program: 85% with fewer than 2, 90% with 2 or more, 93% with 5 or more completed projects — every tier capped at 75% of after-repair value. Loan amounts up to $5,000,000, larger by exception; terms of 6 to 18 months, interest-only, no prepayment penalty. The rehab portion funds in draws against completed work, not at closing.

Hard money is business-purpose financing for real estate investors, not a consumer mortgage. Leverage on the current program tops out at 93% of project cost for investors with a documented track record, capped at 75% of after-repair value, with rehab funding up to 100% of the documented budget released in draws; actual terms vary by lender, borrower experience, property, and exit. Lendmire is a mortgage broker, not a lender.

Across the network of lenders Lendmire works with, the program figures look like this, and all of them vary by lender, property, and experience:

  • Bridge purchases without rehab run up to 80% of purchase price.
  • Cash-out and rate/term refinances run up to 65% of value.
  • Fix-and-flip tiers are measured as a percentage of project cost, capped at 75% of after-repair value.
  • Terms run 6 to 18 months, interest-only.

None of those figures asks what rent a relative pays. The lease starts to matter when the short term ends. Many investors refinance out of hard money into long-term DSCR investor loans once the property is stabilized, and Lendmire brokers that path. That exit loan is the file that tests your lease.

Stage What the lender looks at Does the family lease matter?
Hard money bridge Cost or value, rehab plan, exit Rarely
DSCR exit loan Counted rent vs. full monthly obligation Yes, directly

So the useful question is this: will the lease you sign today hurt the refinance you need later? That is the question the rest of this article answers.

Key Terms Defined

Market rent: the monthly rent an appraiser estimates the property would bring from an unrelated tenant, based on comparable rentals.

Rent schedule (Form 1007): the appraisal form where the appraiser documents those comparable rentals for a one-unit property. Two-to-four-unit properties use a similar form with a different number.

Related party: a tenant connected to you or to your entity, such as a parent, sibling, child, or a business a relative owns.

Arm’s-length: a deal both sides negotiated as strangers would, with no discount for the relationship.

DSCR (debt service coverage ratio): monthly rent divided by the full monthly obligation of principal, interest, taxes, insurance, and association dues.

Lower-of rule: the common program convention of counting the smaller of the signed lease rent and the appraiser’s market rent.

How Does the Test Work, Step by Step?

DSCR loans are designed for non-owner-occupied investment properties. Because they are business-purpose investor loans, they are reviewed differently from a standard owner-occupied mortgage. Here is how the family-lease test runs inside that review.

1. Occupancy gate. You and your household cannot live in the property. A relative in a separate household sits in a gray zone, because “family” and “household” are not the same thing.

2. Related-party check. The lender asks whether the tenant is related to you or your entity. Depending on the program, the answer leads to allowed with extra documentation, or excluded outright.

3. Appraisal and rent schedule. An independent appraiser values the property and builds the market rent from comparable monthly rentals. The Freddie Mac and Fannie Mae rent schedule form asks about physical structure, location, and lease terms. The appraiser does not grade your lease.

4. Lease and payment evidence. You supply the signed lease and proof the tenant actually pays. For a family tenant, the payment history carries the most weight.

5. The comparison. The lender sets lease rent against market rent and typically uses the lower figure, subject to program guidelines.

6. The ratio. Counted rent is divided by the full monthly obligation. A result at or above the program minimum clears the coverage test.

Lease status shifts the weight. A fixed-term lease is stronger evidence than month-to-month or expired paper. A vacant property leans on the appraisal alone.

One point of scope: the lower-of rule is a program convention, not a law. It varies by lender and transaction type, so treat “typically” as the honest word.

What Does the Math Look Like?

Run the numbers on a modeled property whose market rent supports a coverage ratio of 1.25x. These are illustrative assumptions, not program figures or market data.

  • Lease at market: the full rent counts, and coverage stays at 1.25x.
  • Family lease at 80% of market: only 80% of the market rent counts, and coverage drops to 1.00x.
  • Lease at 110% of market: the market figure counts, and coverage stays at 1.25x.

That first drop matters. Many select programs start at 1.00 coverage, and stronger ratios open better pricing and leverage. A separate select-lender path takes coverage below 1.00, with leverage and terms adjusted. A 20% family discount can take you from comfortable to the edge of that floor on its own.

Clearing 1.00 is also not the same as making money. DSCR compares rent to the monthly obligation only. Repairs, vacancy, management, utilities, and capex sit outside the calculation.

How Does Each Tenant Type Get Treated?

Tenant situation Rent counted Typical lender reaction
Relative, separate household, rent at market Market rent Often allowed with payment proof
Relative, rent below market Lease rent (the lower) Coverage falls by the discount
Relative, rent above market Market rent Excess earns nothing; may draw questions
Relative in your household None Fails the occupancy gate
Vacant, rent-ready property Appraiser’s market rent Family question never enters the file
Unrelated tenant at market Market rent Standard review

Program rules split on related parties. Some programs bar them outright. Some allow them at market with payment proof. Others bar only household occupancy and say nothing about separate-household tenants. Most programs Lendmire places files with want this question answered before the appraisal is ordered, not after.

Where Does the General Rule Break?

A strict related-party ban. If the program disqualifies family tenants, your payment trail and market-level rent do not help. You need a different program or a different tenant.

A vacant, rent-ready property. On a clean, rentable property, many lenders will underwrite from market-rent comps with no lease at all. The family lease simply drops out of the picture.

Above-market family rent. The excess is ignored. A very high lease can also prompt extra documentation requests, because it looks like something other than rent.

Rent-by-the-room and boarder arrangements. Most DSCR programs do not accept room-by-room rent. A parent buying a home for a college student is a separate scenario from leasing to a relative and needs its own program check.

A lease with a purchase option. Most DSCR lenders will not allow one, and a prepayment penalty on the exit loan can complicate an early payoff.

A relative’s business as master tenant. The lease has to look arm’s-length, and treatment is program-specific.

Short-term rentals. This is a separate income path built on platform history, not a lease. McKissock notes that the rent schedule is built around monthly rent and that the lender decides how income is counted. For STR loans in the network, purchases go up to 75% LTV, refinances run around 70%, and cash-out tops out at 70%, with a 640+ score and about 12 months of hosting history expected. Short-term rental rules vary by city, county, HOA, and property type, so confirm local rules before relying on projected rental income. Lendmire’s piece How a Short-Term Rental DSCR Lender Weighs a Lease Against Projected Rent goes deeper. The exact numbers vary by lender and program and follow a full review of property, leverage, and credit.

Here is one useful lens for the related-party problem. In foreclosure law, the OCC’s handbook on the Protecting Tenants at Foreclosure Act says a lease is bona fide only if three things hold. The tenant is not the owner or the owner’s child, spouse, or parent. The lease was arm’s-length. The rent is not substantially below fair market rent, unless a subsidy explains it. That test governs tenant rights after foreclosure, not DSCR underwriting. Still, DSCR lenders worry about the same three things: who the tenant is, whether the lease is arm’s-length, and whether the rent is real.

What Should You Send With a Family Lease?

Payment evidence is the heart of a related-party file. This is how weak and strong packages differ.

Item Weak Strong
Lease Unsigned or informal Signed, fixed term, market-level rent
Payment trail Cash, no receipts Deposits from the tenant’s own account
Rent level Well below comps At or near appraiser’s comps
Tenant Shares your household Separate household, separate address

A payment trail helps but does not guarantee the rent counts as written. The program’s related-party rule still comes first.

How Do You Fix a Weak Family Lease Before the Appraisal?

Fix it before the appraisal, because the appraiser’s number will not bend to your lease. You have four practical moves:

  • Renew or reset the lease at market rent.
  • Buy the property vacant and let market rent carry the file.
  • Pick a program with an explicit related-party rule before you apply.
  • Keep a clean payment trail from the tenant’s own funds.

Remember that a related-party lease is one more item to explain on every future loan in your portfolio.

Credit and equity matter alongside rent. On a DSCR purchase, most files land at 75% to 80% LTV on an investment property. Most programs want a score around 660, and 700+ opens the strongest leverage tiers. A cash-out refinance on a standard rental tops out near 75%, with about 6 months of seasoning common. A bigger down payment can lift the ratio, but it never erases credit floors, reserve rules, or property eligibility. All of this is subject to lender guidelines, and the broader picture sits in the complete DSCR loans guide.

Frequently Asked Questions

Can I rent my investment property to a relative and still use a DSCR exit?

Often yes, when the relative lives in a separate household and pays market-level rent with a clean payment trail. Some programs bar related-party tenants entirely, so confirm the rule first.

Does a higher family rent help my ratio?

No. Under the lower-of rule, anything above the appraiser’s market rent earns nothing extra. An unusually high lease can also draw documentation requests.

Is a small family discount okay?

It lowers the rent counted, dollar for dollar in effect, so coverage falls by the same percentage as the discount. A modest discount may leave you above the program floor, while a deep one can push the file into a stricter tier or below the floor.

Do I have to disclose the relationship?

Yes. Tell your broker up front, because lenders ask the related-party question directly. Disclosing early lets you pick a program that fits instead of finding the problem after the appraisal comes back.

Is the lower-of test a law?

No. It is a lender and program convention. The appraisal form is borrowed from the conventional world, and each DSCR program decides how to use it.
