How Refinancing Out of a Hard Money Loan Works

How Refinancing Out of a Hard Money Loan Works

The Quick Read: A long-term DSCR loan pays off the short-term hard money note at closing, and the file has to pass two separate tests: the new appraised value must cover the payoff, and the property’s rent must cover the new payment. Title sends the payoff directly to the hard money lender, so the old lien releases and the new lender takes first position.

  • The DSCR loan sizes on its own appraisal, not on your after-repair value estimate.
  • A rate-and-term payoff returns no cash. Any cash back above payoff and costs makes it a cash-out.
  • Cash-out on the DSCR side tops out at 75% LTV, with about 6 months of seasoning measured from title recording.
  • Rate-and-term runs up to 85% LTV on the DSCR side, and select programs start at 1.00 coverage.
  • Everything here varies by lender, property, and experience, and none of it is a commitment to lend.

Hard money is a bridge. It buys and funds the rehab on a business-purpose investment property, and the DSCR loan is the long-term exit. Across the wholesale network, the files that go smoothly are the ones where the exit lender was picked before the bridge was signed. The complete DSCR loans guide covers the long-term product in full. This piece covers the handoff.

What Does “Refinancing Out” Actually Mean?

Refinancing out means a new long-term loan pays the hard money note off in full at closing. The borrower does not wire anything to the old lender. The title company receives the new loan funds, sends the payoff amount to the hard money lender, and the old lien is released.

Hard money on the current program runs 6 to 18 months, interest-only, with no prepayment penalty. Terms vary by lender, property, and experience. There are no multi-year options, so an investor who needs longer runway moves into long-term rental financing. Many investors refinance out of hard money into long-term DSCR financing once the property is stabilized, and Lendmire brokers that path through its hard money exit refinance program.

The reason this step matters is cost. As the Hemlane BRRRR guide lays out, the refinance is the step that turns a rehabbed property into a held rental, and bridge money is meant to be temporary.

Key Terms Defined

Payoff statement: A written figure from the hard money lender showing principal, accrued interest, and fees, with a valid-through date.

Rate-and-term refinance: A new loan that covers the payoff and closing costs only, with no cash back to the borrower.

Cash-out refinance: A new loan that returns cash above payoff and costs. On the DSCR side it caps at 75% LTV. The exact numbers vary by lender and program and follow a full review of property, leverage, and credit.

Seasoning: The ownership period a lender wants before it sizes on new appraised value. On cash-out DSCR files it is about 6 months from title recording.

DSCR: Monthly rent divided by the full monthly obligation: principal, interest, taxes, insurance, and any HOA dues.

After-repair value (ARV): Your estimate of worth after the rehab. The new lender uses its own appraisal instead.

The Two Tests Every Exit Must Pass

A DSCR exit has a value gate and an income gate. A file can pass one and fail the other.

The value gate asks whether the new loan, sized as a percentage of appraised value, covers the payoff plus closing costs. The income gate asks whether market rent covers the full payment on that new loan. The loan lands at the lower of the two limits.

Gate What the lender checks How it fails
Value Appraised value x LTV cap vs. payoff + costs Appraisal comes in under ARV
Income Rent vs. full monthly obligation Larger loan, thinner coverage

The two interact. A bigger refinance means a bigger payment, which lowers coverage. So a low appraisal and a weak rent schedule can each shrink the loan, and they sometimes do it at once.

One clarification. Clearing 1.00 coverage is not the same as positive cash flow. DSCR compares rent to the monthly obligation only. Repairs, vacancy, management, utilities, and capex sit outside the calculation. Select programs start at 1.00, and stronger ratios open better terms and leverage. Coverage below 1.00 is available through select lenders in the network, with leverage and terms adjusted.

Payoff-Only or Cash-Out? The Label Changes the Rules

The label decides the leverage limit and the seasoning question. On the DSCR side, a rate-and-term refinance runs up to 85% LTV and returns no cash. A cash-out refinance caps at 75% LTV and wants about 6 months of seasoning from title recording. Final terms depend on the lender’s guidelines, the property type, and the borrower’s complete credit picture.

Factor Rate-and-term (DSCR) Cash-out (DSCR)
Cash back None Yes, above payoff and costs
LTV ceiling Up to 85% Up to 75%
Seasoning Typically not the gating item About 6 months from title
Best for Bridge sized near the limit Bridge with room to spare

Rate-and-term caps are program and lender specific, so confirm which tier a given file fits. Seasoning is lender policy, not law. Some lenders apply it only to cash-out, since it is the wait before they will size on new appraised value.

A bridge funded close to its own cap changes the math. Hard money on the current program funds fix-and-flip projects at up to 93% of project cost at the top experience tier, always capped at 75% of after-repair value. A refinance exit capped at 75% LTV leaves little or no room above that payoff. In that case, only a payoff-only exit may fit, and it may need cash to close. Each figure is subject to lender guidelines and a complete review of property type, leverage, and credit.

The Step-by-Step Process

Work backward from the maturity date. Here is the order that keeps files clean.

1. Pick the exit lender before buying. The exit lender’s seasoning rule, leverage cap, and coverage floor decide how large the bridge should be.

2. Build the file during the rehab. Collect the purchase settlement statement, the hard money note and draw history, rehab invoices, the recorded deed, the lease, and the payoff statement. Missing invoices are the most common preventable gap.

3. Choose payoff-only or cash-out. Run both. The cash-out path only works if the numbers clear 75% LTV after payoff and costs. Leverage, reserves, and pricing vary by lender and program; the final terms follow the full file review.

4. Start the seasoning clock at recording. Where a lender applies seasoning, it runs from the recorded title date. Rehab completion, lease signing, and payoff do not restart or advance it.

5. Order the appraisal and rent schedule. The new lender sizes on its own appraised value. For rent, it uses a lease or the appraiser’s rent schedule, the 1007 form on single-family and the 1025 on 2-4 unit properties.

6. Request the written payoff. It needs a valid-through date. Without a lien release, the new lender cannot take first position.

7. Reconcile the settlement. Title sends the payoff to the old lender, deducts costs, and either wires cash to the borrower or collects cash to close.

The Break-Even Math

This is arithmetic, not a program rule. Break-even appraisal equals payoff plus exit costs, divided by the LTV cap. New loan equals LTV cap times appraised value. Cash back equals new loan minus payoff minus closing costs. A negative result means cash to close.

Payoff grows every month. Interest accrues and extension fees stack, so run the math on the maturity date, not today.

Take a simple pass/fail picture, in ratios. Say a bridge payoff plus costs lands near 70% of the appraised value. A 75% cash-out leaves a thin cushion, and a rate-and-term exit clears with room. Now say the appraisal comes in 10% below plan. The same payoff now sits closer to 78% of value, which exceeds the 75% cash-out ceiling, and only a smaller payoff-only loan with cash to close, or a different exit, works. Those are modeled ratios, not market data. Terms vary by lender guidelines, property type, leverage, credit profile, and full file review.

Where the General Rule Breaks

Delayed financing is an agency exception, not a DSCR rule. It waives the title-seasoning clock only for qualifying cash purchases. A property-secured hard money loan generally disqualifies the purchase. Some investors assume it carries over to DSCR files. It does not, and DSCR lenders set their own policy. Fannie Mae publishes the agency version in its Selling Guide, but that guide does not govern a DSCR file.

The note matures before seasoning clears. The choices are an extension, a payoff-only exit, or bringing cash. Price the extension fee against the extra cash gained by waiting.

Two-step path. A payoff-only refinance first, a cash-out later. The second set of closing costs reduces the net. Check for prepayment terms on the first DSCR loan.

Retitling. Moving title between entities can disturb the seasoning count. Ask the lender before changing vesting. LLC borrowers are accepted subject to lender program eligibility, and entity documents need to match the title chain.

Low appraisal. The options are a smaller payoff-only loan with cash to close, waiting and re-appraising, extending the bridge, or selling.

Ineligible collateral. DSCR programs in the network do not offer manufactured homes (single- and double-wide), log homes, or barndominiums. A rehab on one of those has no DSCR exit.

Why Appraisals Decide the Outcome

Capital recovery depends on the appraisal, not the rehab plan. The Galleon BRRRR guide names ARV overestimation, rehab delays that let bridge interest eat into margin, and appraisal variance as the main failure points. All three show up in the exit file.

A rehab may support a higher appraised value, depending on comps and underwriter review. It never guarantees one.

Two other mismatches hurt. First, timeline: the bridge has to outlast rehab, lease-up, seasoning, appraisal, and underwriting. Second, cost basis versus value. The bridge was sized on cost, and the DSCR loan is sized on appraised value. If the two diverge, there is a shortfall that someone funds in cash.

Even the clean path may not return every dollar invested. The Innago BRRRR guide describes the buy-side financing target and the refinance as separate steps, and the cash left in the deal is the gap between them.

What Underwriters See in a File Out of a Bridge Loan

The file reads as a story. Purchase, rehab spend, lease, payoff. When the pieces agree, there is little to review. When the settlement statement, draw history, invoices, and lease tell different stories, the lender asks for more.

Practical habits on files that clear cleanly:

  • Draw history and invoices that match the rehab budget.
  • A lease that matches the rent schedule within reason.
  • A payoff statement with a valid-through date that covers the expected close.
  • Reserves documented. Commonly about 6 months of PITIA, with conservative rate-and-term files at modest leverage under $1,500,000 sometimes seeing reserves waived, and loans above that size typically stepping up to about 9 months. This varies by lender, leverage, loan size, and transaction type.
  • Credit that fits the tier. A 620 floor exists in parts of the network, most programs want around 660, and 700+ opens the strongest leverage.

A larger down payment on the new loan lowers the payment and can lift coverage. It does not erase leverage caps, credit floors, reserve rules, or property eligibility. The strongest files clear both tests, enough equity and enough rental coverage.

The standard DSCR program sizes up to $3,000,000, with the network generally holding to 30-year fixed structures above $2,500,000. Extended terms and interest-only periods are available through select lenders in the network.

Tax treatment can depend on how the funds are used and how the property is held; investors should keep clear records and speak with a qualified tax professional before relying on any deduction.

Common Misconceptions

Finishing the rehab starts the clock. It does not. Seasoning, where it applies, runs from title recording.

Delayed financing waives seasoning after hard money. It is an agency exception for cash purchases, and a hard money lien generally disqualifies the purchase.

Seasoning is a law. It is lender policy and it varies.

My ARV sets the new loan. The new lender’s appraisal does.

Strong rent shortens the clock. Rent and time are separate tests.

A refinance always returns all my cash. Not necessarily. Overestimated ARV is the usual reason cash stays trapped in the property.

Frequently Asked Questions

Can I refinance out of hard money before it matures?

Yes. No prepayment penalty applies on the current hard money program, though terms vary by lender, property, and experience. The practical limit is on the DSCR side, where a cash-out wants about 6 months of seasoning from title recording, while a payoff-only exit may not.

Does the property need a tenant?

A lease or an appraiser’s rent schedule supports the coverage calculation, so a signed lease makes the file cleaner. Without a lease, the 1007 or 1025 rent schedule carries the income test, subject to lender guidelines.

Can an LLC refinance out of the bridge?

Often yes, subject to lender program eligibility. Entity documents, vesting, and the title chain need to line up, and retitling can disturb the seasoning count.

Can I take cash out at the same time?

Only if the new loan exceeds payoff and costs, and the DSCR cash-out caps at 75% LTV. If the bridge was funded near its own cap, the cash-out may leave nothing, and a payoff-only structure may be all that fits.

What if the note is already due?

Start an extension conversation and the DSCR application in parallel. Compare the extension fee against the cost of delay. Selling is the fallback if the appraisal or coverage falls short.
