How a Lender Tests Below-Market Family Rent on a First Short-Term Rental

How a Lender Tests Below-Market Family Rent on a First Short-Term Rental

The Quick Read: A lender typically counts the lower of the signed family lease rent and the appraiser’s market rent, so a discount to a relative lowers your coverage ratio for as long as that lease runs. The appraisal cannot rescue a cheap lease. Your short-term rental plan is tested on its own track.

  • The lower of lease rent or appraised market rent is the figure that usually counts.
  • Paying above market earns nothing extra, because the excess is capped at the appraiser’s number.
  • A relative in your own household is owner occupancy, which these loans do not allow.
  • Whether a separate-household relative can be a tenant depends on the program.
  • A first short-term rental has no hosting history, so its income is tested on a projection, never on the family lease.
  • Clearing 1.00 on paper is not the same as positive cash flow.

“Below-market family rent” can mean two things. One is a relative on a long-term lease at a discount. The other is discounted family stays at the short-term rental itself. This article covers the first, because that is where a lender’s test is clearest. It also explains how the second fits in, since the two get tangled on a first-time host’s file.

What Is the Test Actually Measuring?

The test checks whether the property’s rent covers its full monthly obligation, and which rent figure gets used. DSCR (debt service coverage ratio) is monthly rent divided by PITIA: principal, interest, taxes, insurance, and association dues. DSCR loans are designed for non-owner-occupied investment properties. Because they are business-purpose investor loans, they are reviewed differently from a standard owner-occupied mortgage.

No regulator writes the “lower of lease or market rent” rule. It is a program convention, and across the wholesale network Lendmire works with, it is the common one. If you want the full foundation first, the complete DSCR loans guide covers the basics.

Key Terms Defined

Related party: a tenant connected to you by family or close relationship, rather than an unrelated renter.

Arm’s-length: a lease priced and paid the way a stranger would pay it.

Market rent: the monthly rent an independent appraiser concludes from comparable rentals.

Rent schedule: the appraiser’s rent form. For a single-family investment property it is commonly the Fannie Mae Form 1007 / Freddie Mac Form 1000, which the lender uses to get market rent from the appraiser. Two- to four-unit properties use a companion form.

Hosting history: the record of actual short-term rental bookings and income.

Projected income: an estimate of short-term rental income built from comparable listings, used when there is no hosting history.

How Underwriting Treats It, Step by Step

Here is the sequence, in order.

1. Eligibility screen. You and your household cannot live in the property. Then the program asks whether a relative may be the tenant and how it defines family.

2. Appraisal and rent schedule. An independent appraiser picks comparable rentals and states market rent. Neither you nor the lender sets that number. The form is built around comparables, and adjustments are made only for significant differences between them and your property.

3. Lease against market. At or above market, market rent counts. Below market, the lease counts. If related-party rules apply, the file also gets a closer document review.

4. Divide by PITIA. The counted rent goes over the full monthly obligation. The result is the coverage number.

5. Check the floor. Short-term rental files in the network typically need 1.00 on a purchase and 1.00 on a refinance, subject to lender guidelines. Stronger ratios can open better pricing and leverage.

The result is blunt. A discounted lease lowers the counted rent, which lowers the ratio. The appraisal sits above the lease as a ceiling, never as a floor.

Which Rent Number Gets Tested on a First Short-Term Rental?

Each plan is tested on a separate track, and the two numbers never merge.

Scenario What gets tested What it depends on
Relative on a long-term lease Lower of lease or market rent Program allows related parties
Vacant at purchase Appraiser’s market rent Appraisal rent schedule
First short-term rental plan Projected short-term income Projection data, program rules
Family stays at the short-term rental Depends on program guidelines Lender review

The rent schedule is a monthly-rent form. It does not estimate nightly rates, and multiplying a nightly rate by thirty is not a supported shortcut. A first-time host has no booking record, so the short-term income typically comes from an appraiser’s analysis or a third-party projection.

Lendmire does not treat a discounted family stay, or a discounted family lease, as short-term revenue. Whether any such arrangement counts depends on program guidelines.

Why Lenders Look Harder at Family Tenants

Two risks drive the extra scrutiny. The first is pricing: a relative may pay less than a stranger would. The second is payment consistency: informal arrangements tend to produce irregular or undocumented payments.

Evidence that makes a lease look arm’s-length matters most:

  • A signed written lease with a current term.
  • A payment ledger showing the tenant paying from their own funds. Transfers with a record are stronger than cash.
  • The appraisal’s rent-schedule support.
  • Early disclosure of the family relationship.

Documentation protects the number. It does not inflate it, and it cannot fix a program that excludes relatives. Disclose the relationship from the start. Hiding it creates a misrepresentation problem that no ratio can offset.

Where the General Rule Breaks

Programs split three ways. Some exclude related-party leases outright. Some allow them at market rent with payment proof. Some bar only family living in the property and say little about separate-household tenants. Across a wholesale network, you see all three.

Occupancy versus tenancy. A relative sharing your household is owner occupancy, and that is ineligible. A relative in a separate household with a real lease is a tenant. Programs differ on that second case.

Above-market family lease. Capped at the appraiser’s figure. It earns nothing extra.

Expired or month-to-month lease. Market rent usually replaces the lease, with the lease as support.

Vacant at purchase. Market rent from the appraisal is the only figure. A short-term rental with no history is tested on a projection.

Rent by the room. This is generally off the table on DSCR files, so a parent buying for a child with roommates should expect trouble.

Renewal fix. If the tenant agrees and the market supports it, a renewal at documented market rent can lift the counted rent. Lease timing relative to the appraisal matters, so raise it before the appraisal is ordered.

A Worked Example

Run the numbers on one hypothetical property three ways. Assume the full monthly obligation stays the same in each case.

  • Market rent counted. The appraiser’s figure puts coverage near 1.20x.
  • Family lease at 80% of market. The lower lease counts, so coverage drops to roughly 0.96x. That is just under 1.00.
  • Family lease at 90% of market. Coverage lands near 1.08x, which clears 1.00 with thin room.

A 10% rent discount sounds modest. On a thin file it decides which side of the floor you land on.

If you land below 1.00, the paths differ. Many select programs start at 1.00. A separate select-lender path takes coverage below 1.00, with leverage and terms adjusted. Qualification stays subject to lender guidelines, credit review, and property review.

If the Number Comes In Low

Option Effect Trade-off
Renew at documented market rent Lifts counted rent Relative pays more
Lease to an unrelated tenant Market rent counts cleanly Family arrangement ends
Put more down Lowers the obligation, can lift the ratio More cash in the deal
Change program May fit a lower ratio Leverage and terms adjust

A larger down payment helps the ratio, but it never erases leverage caps, credit floors, reserve rules, or property eligibility. Short-term rental purchases typically top out at 75% LTV on the strongest files, with refinance and cash-out around 70% on short-term rental collateral, and a 640 score is the usual minimum. Expect about 12 months of hosting experience to be requested. A first-timer with a thin record should discuss that early.

Qualifying Is Not Cash Flow

DSCR compares rent to PITIA only. Repairs, vacancy, management, utilities, and capital expenses sit outside it. A short-term rental carries heavier operating costs than a long-term lease, so a passing ratio overstates real margin. A discount also costs you twice: the file counts less rent, and you collect less rent.

Short-term rental rules can vary by city, county, HOA, and property type, so investors should confirm local rules before relying on projected rental income. Tax treatment varies; consult a qualified professional. The IRS defines family broadly in Publication 527.

Questions to Ask Before the Appraisal

  • Does this program permit a relative in a separate household as a tenant, and how does it define family?
  • Which rent counts: the lease, the appraisal, or the lower of the two?
  • What does the program need to see for a first short-term rental with no history?
  • Does lease timing, before or after closing, change the file?
  • If coverage comes in under 1.00, what path is open and how do leverage and terms adjust?

Frequently Asked Questions

Can my sibling stay at a discount if I’m applying as a short-term rental?

It depends on program guidelines. A relative living in your household is owner occupancy, which is ineligible. A discounted family stay is not treated as short-term revenue, so the projection must stand without it.

Does it matter whether the lease is signed before or after closing?

Yes. A lease in place at the appraisal can become the counted rent if it is below market. Some borrowers qualify the property as vacant on market rent and lease later, if the loan documents allow it.

Will paying more than market help my ratio?

No. The excess is capped at the appraiser’s market rent.

Can a tidy lease fix a program that excludes relatives?

No. If the program does not permit the tenant, paperwork does not change that. Documentation supports a permitted arrangement.

Does a ratio above 1.00 mean I make money?

No. It means rent covers PITIA on paper. Operating costs fall outside the calculation.
