Gap Funding vs Money Partner for a BRRRR Hard Money to DSCR Plan

Gap Funding vs Money Partner for a BRRRR Hard Money to DSCR Plan

The Quick Read: Gap funding is borrowed money that fills the cash hole left by a hard money loan, while a money partner buys part of the deal with equity, so the real choice is whether you want to owe a debt or share ownership once a DSCR loan pays hard money off.

  • Gap funding is debt. You repay it with a fixed cost, and you keep the retained equity.
  • A money partner is ownership. Your partner shares the upside, and often the decisions, for as long as the interest stays in place.
  • Neither one lowers the bar. The DSCR loan still looks at rent against the full monthly obligation, credit, reserves and property type.

In plain terms, gap funding suits an investor who wants to keep ownership clean and can repay a lender. A money partner suits an investor who wants less debt on the property and will trade equity for it.

Short-term rental figures are estimates only and vary significantly by season, property type, management approach, and local short-term-rental rules — confirm local regulations before relying on them. Qualifying income for short-term rentals varies by program — some use appraisal market rent, others use documented STR history or projections — and is confirmed in underwriting. Not a Loan Estimate, approval, or commitment to lend. Program availability and eligibility are subject to lender guidelines, credit approval, property review, and underwriting.

Both options sit in front of the same exit. Many investors refinance out of hard money into long-term DSCR investor loans once the property is stabilized, and Lendmire is a broker that arranges that path through select lenders in its wholesale network. Program terms vary by lender, property and experience, and nothing here is a commitment to lend.

Where the Cash Gap Comes From

Hard money lenders rarely fund every dollar of a BRRRR deal at the front end. Leverage on fix-and-flip style loans is usually measured against project cost and capped against after-repair value (ARV), the estimated value once the work is done.

In the hard money programs we place, leverage runs about 85% of project cost for newer investors, 90% at two or more completed projects, and 93% at five or more. Every tier is capped at 75% of ARV. Rehab money can fund up to 100% of the rehab budget, but it comes out in draws after work is completed. Those figures vary by lender, property and experience.

There is no true 100% purchase program. The leftover slice of project cost, plus closing costs and carry, is the gap. Draws do not close it, because draws reimburse finished work and do not cover your upfront cash.

That gap is the question this article answers. You can borrow it or sell a share of the deal to cover it.

Key Terms Defined

Gap funding: Money borrowed to cover the difference between what the hard money lender advances and what the deal needs. It is a loan, usually a second lien or a short note.

Money partner: Someone who supplies capital in return for a share of ownership or profit. Investor-education writing separates a loan-based money partner from an equity-based one, and the equity version is the one most people mean.

Second lien: A mortgage that sits behind the hard money loan. If the property is sold or foreclosed, the first lien gets paid first.

Seasoning: The waiting period a lender wants between buying a property and refinancing it. On cash-out refinances, about 6 months of ownership measured from title recording is the common expectation across our network.

DSCR: Debt service coverage ratio. It compares the property’s rent to its full monthly housing obligation (principal, interest, taxes, insurance and any association dues).

Vesting: The name or entity that holds legal title to the property.

Side-by-Side

The table compares the two options using published industry norms. Lendmire’s network can place a DSCR exit under either structure, and the exit rules apply the same way to both.

Factor Gap Funding Money Partner
What it is Debt owed to a lender Ownership or profit share
Typical security Second lien or unsecured note Membership interest in the LLC
Review basis Your credit and the deal’s equity cushion Trust, track record and deal terms
Documentation Note, lien papers, payoff letter Operating agreement, ownership chart
Property types Same as the first lender’s rules Same as the first lender’s rules
Entity vesting Usually you alone Multi-member entity is common
Return to the funder Set by the note Often a profit share
Timeline Tied to the note’s term Open-ended unless a buyout is written in
Reserve expectations Exit lender reviews your reserves Exit lender reviews reserves of the borrowers
At the DSCR exit Lien is paid off and released Partner is bought out or stays on title

Two rows deserve a note. Property types come from the lenders, not from the funding source. Across our wholesale network, DSCR programs do not offer manufactured homes (single- and double-wide), log homes or barndominiums, so a partner or a gap lender cannot change that.

Reserves work the same way. They vary by lender, leverage, loan size and transaction type. They are commonly around 6 months of PITIA, the full monthly payment including taxes and insurance, and about 9 months above $1,500,000. Your gap funder or partner does not supply them for you unless the lender allows documented funds.

How Each Option Behaves at the DSCR Refinance

The exit is where these two structures split apart. A DSCR lender compares monthly rent to the full monthly obligation. The loan amount is capped by the lender’s appraised value, not your after-repair estimate.

On a cash-out refinance of an investment property, the ceiling is 75% LTV (loan-to-value), with about 6 months of seasoning from title recording. Many select programs start at a 1.00 coverage ratio, and a separate select-lender path goes below 1.00 with leverage and terms adjusted. Stronger ratios open better leverage tiers. Credit usually needs to be about 660, with 700 and above unlocking the strongest leverage, and a 620 floor exists in parts of the network.

Now picture what each option adds to that payoff.

Gap funding adds a debt. If the gap funder holds a lien on the subject property, the title search will show it. That lien is a payoff item, and the new DSCR loan takes first position. Whether a junior lien can stay in place or be subordinated is a program-by-program question, so confirm it with your broker before you sign the gap note, not after.

An unsecured note, or one secured by a different asset, leaves no lien to release. You still owe the money. A defective note makes the payoff and the use of funds harder to document.

A money partner adds an owner. The partner usually holds a membership interest in the LLC that owns the property. At the exit, that interest becomes a documentation question. A DSCR file for a multi-member entity typically wants an operating agreement, an EIN confirmation, proof the entity is in good standing, and an ownership chart showing every direct and indirect owner. Signers and guarantors also provide identity documents.

Names and ownership percentages should match across the state record, the operating agreement, the application, title and insurance. A mismatch can stall the file. Whether every member must guarantee or sign is program-specific.

If the partner contributed capital and is repaid from the cash-out, that payout does not remove them as an owner unless the documents say so. Write the buyout into the operating agreement at the start.

When Gap Funding Is the Better Fit

Gap funding fits an investor who wants to keep the long-term asset to themselves. The cost is known up front, and the funder has no say in how you run the rental.

You expect to keep most of the equity. In a BRRRR deal, the retained rental equity is the payoff. A profit split is a share of the long-term asset, not a one-time flip profit. A flat cost on a short note gives away less of what you are building.

Your credit and track record support debt. Debt works best when you can pass a DSCR file on your own. With a score near 660 or better and the reserves in place, you keep control of the borrowing entity and the paperwork stays simple.

The numbers leave room. The DSCR cash-out has to repay the hard money loan, the gap and any fees. With a 75% LTV ceiling, a property that appraises at ARV with the rehab done gives you room. A property that appraises low does not. Terms depend on the lender’s guidelines, the property type, the leverage, and a full review of the credit profile.

The funder will accept an unsecured or other-asset-secured structure. That avoids a lien on the subject property and a possible conflict with the first lender. Hard money lenders often restrict second liens on their own collateral. Ask first.

The risks are real. A second lien behind a nearly full first loan is exposed if values fall, which is why many funders want equity elsewhere to secure against. A blown rehab budget with no reserves can lead to a default on the first loan, and the gap lender is left behind it. Debt also has to be repaid whether the rehab goes well or not.

A DSCR file does not look kindly on a deal built entirely on borrowed money. A property carrying a financed down payment often struggles to cash flow, and clearing the coverage ratio is not the same as positive cash flow. DSCR compares rent to PITIA only, so repairs, vacancy, management, utilities and capex sit outside the calculation.

This article covers what happens at the exit.

When a Money Partner Is the Better Fit

A money partner fits an investor who would rather share the outcome than owe a fixed payment. It also fits an investor whose own borrowing capacity is thin.

You want less debt stacked on the property. Equity money does not appear as a lien in title. That can make the first lender and the exit lender more comfortable, because there is one mortgage to pay off instead of two.

You share the downside. If the deal underperforms, an equity partner absorbs part of that. A lender does not.

The partner brings more than money. Some partners add contractor access, deal flow or management help. That has value a lender cannot supply.

Your credit or liquidity would not carry the extra debt. A partner can fill the gap without adding a loan to your own file. Keep in mind that the DSCR lender still reviews the borrowers on the file.

The tradeoffs are control and permanence. Equity shares upside and often governance. If the partner stays an owner after the refinance, they stay in the entity, on the operating agreement and sometimes on the signature page for as long as the property is held. A buyout from cash-out proceeds is the usual way out, and it only works if the proceeds can cover it.

A Note on Securities Rules

Calling a deal a joint venture does not decide how a regulator sees it. A law-firm white paper explains that the Howey test looks at an investment’s substance, not its label. Purely real estate investments are generally not securities, but joint ventures sit in a gray area.

A syndication attorney makes the same point: the SEC looks at what the arrangement does, not what it is called. A passive partner who receives a profit share is the pattern that draws scrutiny. If your partner is passive, talk to securities counsel before you raise the money. This is context, not legal advice.

A Note on Beneficial Ownership Filings

Investors sometimes confuse a lender’s ownership paperwork with a federal filing. FinCEN states that domestic entities and their beneficial owners are exempt from beneficial ownership information reporting, and a law-firm summary reports the domestic exemption was made permanent. Your DSCR lender will still collect its own ownership documents, so plan on providing them.

Two Scenarios Across the Full Cycle

These examples use percentages and ratios only. They are modeled assumptions, not market data.

Base case. Say an experienced investor has a hard money loan at 90% of project cost. The investor needs the remaining 10% plus closing costs, and borrows it on a short unsecured note. The rehab goes to plan. After about 6 months of ownership, the property appraises near the after-repair estimate, rent clears about 1.2x coverage on the DSCR file, and a cash-out at up to 75% LTV pays off the hard money loan and the note. The investor keeps the whole property. The exact numbers vary by lender and program and follow a full review of property, leverage, and credit.

Swap in a partner and the payoff looks different. The cash-out pays off hard money, and some proceeds go toward repaying the partner’s capital. The partner’s profit share is settled according to the operating agreement. If the agreement says the partner stays in at a percentage of ownership, the investor keeps that percentage of the equity.

Low-appraisal stumble. Now the appraisal comes in under the estimate. The 75% LTV ceiling applies to the lender’s value, so the available loan shrinks. With a gap loan, the hard money payoff and the gap both still have to be repaid, so the investor may need to bring cash to closing. With a partner, the partner’s buyout may not be fully covered, and the partner may remain in the deal longer than planned. Final terms depend on the lender’s guidelines, the property type, and the borrower’s complete credit picture.

A hard money loan is interest-only with a 6 to 18 month term, so a delayed refinance has a cost. The longer-term step is a DSCR loan, and our hard money exit refinance path is built for that handoff. A gap note with a short term can run out before the refinance is ready, while a partner has no term clock but still expects a payout.

A practical observation from broker-side deal flow: the files that stumble at the exit are usually the ones where the stack was built before anyone checked what the DSCR lender would accept. Running the exit math on a conservative appraisal first prevents most surprises.

Choosing Between Them

If this is true Lean toward
You want full ownership after the refinance Gap funding
You can carry additional debt on your own file Gap funding
The first lender allows a lien or note Gap funding
You want less debt and will trade equity Money partner
You need help beyond capital Money partner
Your own borrowing capacity is thin Money partner
Your exit math is tight at 75% LTV Neither without more equity

If you plan to hold the property for years, the equity you give away is a larger cost than it looks on day one. If you plan to sell or refinance and recycle quickly, debt can be the lighter choice. Many experienced investors compare both on the same deal before deciding.

It is also possible to use both, a small gap note and a partner, but stacking raises the payoff burden and the paperwork. The strongest DSCR files clear two tests: enough equity and enough rental coverage. More layers make both tests harder.

Mistakes and Red Flags

  • Skipping the first lender’s consent. A second lien the hard money lender did not approve can create a default. Title and closing documents show it.
  • Handshake notes. If the money is not documented, the payoff and the use of funds are hard to prove.
  • Partnership terms inside a loan. Funders who ask for a profit split and a place on the deed are offering a partnership, which brings title and securities questions.
  • No reserves. A budget overrun with no cushion can sink the deal before the exit.
  • Counting on delayed financing. Delayed financing is a cash-buyer exception that lets an investor who bought with cash borrow against the property sooner than standard seasoning would allow. It generally does not fit a purchase financed with a lien, so plan on the standard seasoning instead.
  • Assuming DSCR means no paperwork. It means different paperwork. The file still wants entity papers, rent evidence, reserves and a payoff trail. A DSCR loan is reviewed primarily on property-level rental income covering the payment, subject to lender guidelines.

The Verdict

Choose gap funding if you want to own the property outright and can repay debt. Choose a money partner if you would rather share the outcome than add a loan. Neither option replaces equity in the deal.

Before you commit, ask three questions. Will the first lender allow it? Will the DSCR exit pay it off at a conservative appraisal? Can your file clear the coverage ratio and the reserves on its own?

Frequently Asked Questions

Is gap funding only for investors in a desperate situation?

No. Hard money lenders cap leverage by design, so even experienced investors often need to cover a slice of project cost. What matters is whether the structure fits the exit.

Can I use a money partner and gap funding on the same deal?

Yes, though it adds layers. Each layer is another payoff or buyout the DSCR cash-out must cover, and another set of documents. Test the exit math with both in place before you commit.

Can a partner be bought out at the refinance?

Often, if the operating agreement allows it and the proceeds cover it. The cash-out is limited by the 75% LTV ceiling on an investment property, so a low appraisal can leave the buyout short. Write the buyout terms before the partner invests.

What happens if the refinance is delayed?

Hard money terms run 6 to 18 months, interest-only, so a delay adds carry. A gap note may come due, and a partner may wait longer for a payout. Seasoning, lease documents and appraisal timing are the usual causes of delay.

Should I partner with family?

A family partner is still a partner. The documents matter as much as with a stranger, and the DSCR lender will still ask for ownership papers. Put the percentages, the roles and the exit in writing.
