How to Refinance Out of a Hard Money Loan in California

How to Refinance Out of a Hard Money Loan in California

The Quick Read: A hard money exit works by replacing the short-term, interest-only note with a long-term DSCR loan that pays the bridge lender off at closing, and the file succeeds when three tests clear together: the new appraisal supports the loan amount, the ownership clock has run, and the property’s rent covers the new housing payment.

  • A DSCR cash-out refinance tops out around 75% LTV across most of the wholesale network, and a DSCR rate-and-term refinance (no cash back) can go up to 85% LTV, subject to lender guidelines.
  • A DSCR loan typically wants about 6 months of ownership, measured from title recording, before it sizes on appraised value instead of cost.
  • Coverage of 1.00 is where many select DSCR programs start. A separate select-lender path takes coverage below 1.00, with leverage and terms adjusted.
  • The payoff is a moving number, so order the payoff statement early and size the new loan against it.

What Does a Hard Money Exit Actually Replace?

A hard money loan is a bridge. It is short, interest-only, and ends in a balloon. Lendmire’s hard money program runs 6 to 18 months, interest-only, with no prepayment penalty, and terms vary by lender, property, and investor experience. Fix-and-flip leverage is sized on project cost and capped at 75% of after-repair value.

That cap matters at the exit. The bridge lender sized the loan on a projected value. The exit lender sizes the new loan on its own appraisal. If the two values differ, the gap lands on the investor.

Many investors know this as the BRRRR strategy: buy, rehab, rent, refinance, repeat. A glossary entry on the BRRRR method points out that no agency defines BRRRR. It describes the refinance step as an ordinary cash-out refinance, not a special product. The same entry says the loop breaks in two places: the appraisal and the lender’s seasoning rules.

The takeout loan for a stabilized rental is usually a DSCR loan. It qualifies primarily on property-level rental income covering the payment, subject to lender guidelines. Lendmire’s hard money exit refinance program page covers that path. The complete DSCR loans guide covers the loan type itself.

How to Refinance Out of a Hard Money Loan in California, Step by Step

The steps are the same everywhere. Only the payoff paperwork has a California flavor. Work backward from the maturity date, not forward from the end of the rehab.

1. Pick the exit before the bridge closes. Do not assume the hard money lender will also be the takeout. Line up the long-term loan independently, and know what it needs: appraisal, rent, credit, reserves, and an ownership clock.

2. Classify the request. If proceeds cover only the payoff and closing costs, it is a rate-and-term refinance. If cash comes back above that, it is a cash-out. The line is lender policy, and cash-out carries the lower leverage cap and the seasoning clock.

3. Check the clock. The seasoning period is the minimum ownership time before a lender sizes the loan on appraised value. Across the wholesale network, a DSCR cash-out generally expects about 6 months, counted from the recorded deed. It does not start when the rehab ends.

4. Order the payoff statement. Accrued interest, extension fees, and exit fees all move the number. More on the California rule below.

5. Get the appraisal with a rent schedule. The exit lender orders its own. For a one-unit rental, the rent exhibit is typically the single-family comparable rent schedule, known as Form 1007. For two to four units, the small residential income property report is Form 1025. Those are appraisal forms, not DSCR rules. Each DSCR lender sets its own requirements.

6. Run the coverage test. DSCR is the monthly rent divided by the full monthly housing payment: principal, interest, taxes, insurance, and any HOA dues. A property can appraise well and still miss the ratio.

7. Close through title and escrow. The new lender pays the bridge lender directly from proceeds. Escrow then handles the payoff and the release of the old lien.

Who Decides How Much Equity Comes Out?

The exit lender decides, not the bridge lender. Three numbers drive it: the new appraised value, the leverage cap on the transaction type, and the payoff plus exit costs.

The break-even value is the payoff plus exit costs, divided by the LTV cap. If the appraisal lands above break-even, the file clears on value. If it lands below, the investor brings cash to closing.

Here is a worked example in percentages only. Say payoff and exit costs equal 70% of the appraised value. A DSCR cash-out refinance capped near 75% LTV leaves a cushion, and some cash can come back. Now say a low appraisal pushes payoff and costs to 78% of value. That is over the 75% cap, so the investor brings cash to closing, and no cash comes out. Final terms depend on lender guidelines, property type, leverage, and the borrower’s complete credit picture.

Run that math before the bridge note is signed. An investor underwriting from a hoped-for value is the one who gets surprised.

Why the Balloon Date Sets the Pressure

A bridge note leaves a large final payment at the end of its term. The Consumer Financial Protection Bureau explains that a borrower may be able to refinance before a balloon comes due. It also says the refinance may not be possible if the property’s value or the borrower’s finances decline. That page speaks to consumer mortgages, but the logic applies to any short-term note.

The practical point is about timing. A bridge that matures before the seasoning clock clears forces a choice. The investor can extend the bridge, take a payoff-only exit that returns little or no cash, or sell. Each has a cost, so the better plan is to size the bridge term to the clock.

What Does the Takeout Lender Look At?

The exit lender looks at value, rent, credit, reserves, and property type. Each lender in the network weighs them differently, and every file is underwritten individually.

Test What the DSCR lender reviews Where files stall
Value Its own appraisal, not your estimate Appraisal below break-even
Seasoning Months since recorded deed Bridge matures first
Coverage Rent vs. full housing payment Rent set below market
Credit Score tier and history Score under the program floor
Reserves Liquid funds after closing Funds tied up in the rehab

Here are the program ranges on most files, subject to lender guidelines.

  • Leverage: A DSCR cash-out refinance caps near 75% LTV on a standard rental. A DSCR rate-and-term refinance, which returns no cash at closing, can reach up to 85% LTV.
  • Coverage: A DSCR floor of 1.00 is where many select programs start. Stronger ratios generally open better leverage and pricing.
  • Credit: A 620 floor exists in parts of the network. Most programs want around 660, and 700 or above unlocks the strongest leverage tiers.
  • Reserves: Reserves vary by lender, leverage, loan size, and transaction type. About 6 months of PITIA is common on a DSCR loan, and loans above $1,500,000 typically step up to about 9 months. Conservative rate-and-term files at modest leverage can see reserves waived.
  • Loan size: A standard DSCR loan runs up to $3,000,000. Smaller balances route through select lenders in the network.

One caution on reading the ratio. Clearing 1.00 on a DSCR loan does not mean the property cash flows. The ratio compares rent to the housing payment only. Repairs, vacancy, management, utilities, and capital expenses sit outside it. Inman’s BRRRR explainer makes the investor-side version of the point: the new loan has to be covered by rent after those costs, and the 70% rule is a screening tool, not a law.

Property type also matters. A DSCR loan is not offered on manufactured homes (single- and double-wide), log homes, or barndominiums. If a hard money rehab sits in one of those categories, the DSCR exit does not apply.

Payoff Mechanics Under California Law

California gives the borrower a right to a payoff demand statement. Under California Civil Code section 2943, a beneficiary must deliver one within a set statutory window after a written demand from an entitled person. The statement includes per diem interest. Title and escrow will usually ask for it anyway.

Here is what to do with it.

  • Request it in writing early, not at the last minute.
  • Note the good-through date and the per diem. A closing that slips past the date changes the payoff.
  • Ask about exit fees and minimum-interest clauses in the note. Terms vary by lender, and some hard money notes carry prepayment charges while others do not.
  • Use the payoff figure to compute break-even before the appraisal is ordered.

California also licenses non-bank lenders, and the rules for commercial financing providers have been in motion. That is context for the investor, not advice. Confirm licensing questions on the bridge or the takeout with a California attorney.

Where the General Rule Breaks

These are the edge cases that derail files. Each one is a documentation or timing issue before it is a credit issue.

The bridge matures before seasoning clears. Extending the bridge costs money. A payoff-only DSCR exit returns little cash. Selling ends the hold. The note term and the clock have to be matched on purpose.

The two-step exit. Some investors do a DSCR rate-and-term refinance first, then a DSCR cash-out later once seasoned. That means two closings and two appraisals. Whether the first refinance restarts the clock varies by lender, so get the answer in writing before committing.

The delayed-financing idea. Agency programs have a delayed-financing exception for cash purchases. Hard money secured by the subject property is generally not treated as cash, and DSCR lenders set their own policy. Do not plan around an agency exception.

Value shortfall. The investor brings cash to closing. Both the glossary entry and Inman name the appraisal as the usual failure point.

Rehab debt. Paying credit-card or other rehab debt out of proceeds generally turns the file into a cash-out. Disclose it up front.

Entity vesting. Hard money borrowers often hold title in an LLC. DSCR programs generally accept entities, subject to lender program eligibility, but the vesting on the deed has to match the lender’s rules. Operating agreement, EIN letter, and certificate of good standing should be ready before the file goes in.

Rent evidence. A vacant property with no lease relies on the rent schedule alone. A signed lease with a deposit record gives the underwriter less to question. On DSCR files in this position, the rent exhibit and the lease frequently disagree. That gap is where a preventable condition comes from.

Which Exit Fits Which Property?

Situation Typical destination Main obstacle
Stabilized rental, leased DSCR loan Appraisal vs. payoff
Rental, not yet seasoned Payoff-only DSCR loan, or extend Ownership clock
Vacant after rehab Lease up first, then DSCR loan Rent evidence
Sell after rehab Sale, no refinance Market value at listing
Out-of-scope property type Not offered through DSCR Property eligibility

This article covers the mechanics of moving from a bridge loan into a DSCR loan once the property is ready to refinance.

Documents to Gather

A clean file has fewer preventable gaps. Gather these before the application goes in:

  • The settlement statement from the purchase, which shows the title date.
  • The hard money note and the payoff statement.
  • Rehab invoices and draw history, which support the cost basis.
  • The lease and the deposit record, or the rent schedule if vacant.
  • Entity documents if the property is held in an LLC.
  • Proof of reserves, with statements showing source and seasoning of funds.
  • Current insurance binder and, where it applies, the HOA questionnaire.

Insurance is the line that shifts most between underwriting and closing. A stale quote can change the coverage ratio after the file is already in review. Get a fresh binder before submission.

What Does the Exit Decision Look Like in Practice?

Picture an investor holding a rehabbed duplex on a 12-month bridge. The rehab ended at month seven, and the deed was recorded at month zero. The bridge lender’s value was optimistic. The DSCR lender’s appraisal comes in lower.

The investor has three real choices. One is a payoff-only DSCR refinance, bringing cash to close if the appraisal falls under break-even. Another is a short extension of the bridge. The third is a sale. The call depends on carrying cost, how much equity the investor needs back, and whether another bridge is waiting.

The takeout is priced when the rehab finishes, not when the deal was underwritten. Leverage also compounds across deals: repeating the strategy builds a portfolio of highly leveraged properties, and a vacancy stretch hits thin-equity holdings hardest.

The practical rule is to underwrite the bridge on the exit lender’s likely appraisal, not the projected value. Plan the maturity around the seasoning clock, and keep a backup exit in the file.

Tax treatment can depend on how the funds are used and how the property is held; investors should keep clear records and speak with a qualified tax professional before relying on any deduction.

Key Terms Defined

Balloon payment: The large final payment due when a short-term note matures.

Seasoning: The minimum ownership period before a lender sizes a loan on appraised value instead of cost.

Cash-out refinance: A refinance that returns cash above the payoff and closing costs, at a lower leverage cap.

Per diem: The daily interest amount that keeps the payoff growing until the day it is paid.

Reconveyance: The release of the old lien after the payoff clears escrow.

Frequently Asked Questions

How soon can a DSCR loan take out my hard money loan?

It depends on the transaction type. A DSCR rate-and-term refinance that returns no cash can generally happen without waiting on seasoning, while a DSCR cash-out expects about 6 months of ownership from the recorded deed. Lenders in the network vary, so confirm the clock before the bridge term is set.

What if my appraisal comes in below the payoff?

The investor brings cash to closing, or the loan shrinks to fit the leverage cap. A DSCR cash-out refinance tops out around 75% LTV on a standard rental. Appraisal reconsideration with recent in-neighborhood sales and condition adjustments is a routine step, but it does not always change the value. These specifics are subject to lender guidelines and a full review of property, leverage, and credit.

Can I refinance if the bridge has already matured?

Sometimes, but the options narrow. Lenders look at the payoff statement, the property’s rent, and the borrower’s reserves, and the bridge lender may charge extension fees. Contact the takeout lender as early as possible.

Does a DSCR loan require personal income documents?

The DSCR loan is reviewed primarily on property-level rental income covering the payment, subject to lender guidelines. Credit, reserves, and property review still apply. A 620 floor exists in parts of the network, and most programs want around 660.

Does the DSCR exit work for any property type?

No. A DSCR loan is not offered on manufactured homes, log homes, or barndominiums. Standard one-to-four unit rentals are the core fit.
